Here's Why OceanaGold (TSE:OGC) Can Afford Some Debt

Legendary fund manager Li Lu (who Charlie Munger backed) once said, 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. Importantly, OceanaGold Corporation (TSE:OGC) does carry debt. But should shareholders be worried about its use of debt?

When Is Debt Dangerous?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. Having said that, the most common situation is where a company manages its debt reasonably well - and to its own advantage. What Is OceanaGold's Debt?

The image below, which you can click on for greater detail, shows that at December 2020 OceanaGold had debt of US$206.7m, up from US$149.5m in one year. On the flip side, it has US$179.0m in cash leading to net debt of about US$27.7m.

How Strong Is OceanaGold's Balance Sheet?

According to the last reported balance sheet, OceanaGold had liabilities of US$266.3m due within 12 months, and liabilities of US$422.1m due beyond 12 months. Offsetting this, it had US$179.0m in cash and US$7.50m in receivables that were due within 12 months. So it has liabilities totalling US$501.9m more than its cash and near-term receivables, combined.

While this might seem like a lot, it is not so bad since OceanaGold has a market capitalization of US$998.5m, and so it could probably strengthen its balance sheet by raising capital if it needed to. But we definitely want to keep our eyes open to indications that its debt is bringing too much risk. There's no doubt that we learn most about debt from the balance sheet. But ultimately the future profitability of the business will decide if OceanaGold can strengthen its balance sheet over time. Over 12 months, OceanaGold made a loss at the EBIT level, and saw its revenue drop to US$500m, which is a fall of 23%. To be frank that doesn't bode well.

Caveat Emptor

While OceanaGold's falling revenue is about as heartwarming as a wet blanket, arguably its earnings before interest and tax (EBIT) loss is even less appealing. Indeed, it lost a very considerable US$129m at the EBIT level. When we look at that and recall the liabilities on its balance sheet, relative to cash, it seems unwise to us for the company to have any debt. Quite frankly we think the balance sheet is far from match-fit, although it could be improved with time. Another cause for caution is that is bled US$55m in negative free cash flow over the last twelve months. So suffice it to say we consider the stock very risky. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately, every company can contain risks that exist outside of the balance sheet.
