Here's Why Localiza Rent a Car (BVMF:RENT3) Has A Meaningful Debt Burden

When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. Importantly, Localiza Rent a Car S.A. (BVMF:RENT3) does carry debt. But is this debt a concern to shareholders?
What Risk Does Debt Bring?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. The image below, which you can click on for greater detail, shows that at September 2022 Localiza Rent a Car had debt of R$29.4b, up from R$10.8b in one year. However, it does have R$6.10b in cash offsetting this, leading to net debt of about R$23.3b.
How Strong Is Localiza Rent a Car's Balance Sheet?
Zooming in on the latest balance sheet data, we can see that Localiza Rent a Car had liabilities of R$14.1b due within 12 months and liabilities of R$29.7b due beyond that. Offsetting this, it had R$6.10b in cash and R$2.27b in receivables that were due within 12 months. So it has liabilities totalling R$35.5b more than its cash and near-term receivables, combined.
This is a mountain of leverage even relative to its gargantuan market capitalization of R$55.6b. This suggests shareholders would be heavily diluted if the company needed to shore up its balance sheet in a hurry.
We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.
Localiza Rent a Car has a rather high debt to EBITDA ratio of 6.0 which suggests a meaningful debt load. However, its interest coverage of 2.9 is reasonably strong, which is a good sign. The good news is that Localiza Rent a Car grew its EBIT a smooth 32% over the last twelve months. Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. So it's worth checking how much of that EBIT is backed by free cash flow. Over the last three years, Localiza Rent a Car saw substantial negative free cash flow, in total. While investors are no doubt expecting a reversal of that situation in due course, it clearly does mean its use of debt is more risky.
Our View
To be frank both Localiza Rent a Car's net debt to EBITDA and its track record of converting EBIT to free cash flow make us rather uncomfortable with its debt levels. But at least it's pretty decent at growing its EBIT; that's encouraging. Looking at the balance sheet and taking into account all these factors, we do believe that debt is making Localiza Rent a Car stock a bit risky. That's not necessarily a bad thing, but we'd generally feel more comfortable with less leverage. The balance sheet is clearly the area to focus on when you are analysing debt.
