More Unpleasant Surprises Could Be In Store For Magazine Luiza S.A.'s (BVMF:MGLU3) Shares After Tumbling 26%
To the annoyance of some shareholders, Magazine Luiza S.A. (BVMF:MGLU3) shares are down a considerable 26% in the last month, which continues a horrid run for the company. For any long-term shareholders, the last month ends a year to forget by locking in a 70% share price decline.
In spite of the heavy fall in price, there still wouldn't be many who think Magazine Luiza's price-to-sales (or "P/S") ratio of 0.2x is worth a mention when the median P/S in Brazil's Multiline Retail industry is similar at about 0.4x. While this might not raise any eyebrows, if the P/S ratio is not justified investors could be missing out on a potential opportunity or ignoring looming disappointment.

How Magazine Luiza Has Been Performing
While the industry has experienced revenue growth lately, Magazine Luiza's revenue has gone into reverse gear, which is not great. It might be that many expect the dour revenue performance to strengthen positively, which has kept the P/S from falling. However, if this isn't the case, investors might get caught out paying too much for the stock.

In order to justify its P/S ratio, Magazine Luiza would need to produce growth that's similar to the industry.
Taking a look back first, the company's revenue growth last year wasn't something to get excited about as it posted a disappointing decline of 1.8%. That put a dampener on the good run it was having over the longer-term as its three-year revenue growth is still a noteworthy 15% in total. Although it's been a bumpy ride, it's still fair to say the revenue growth recently has been mostly respectable for the company.
Looking ahead now, revenue is anticipated to climb by 8.6% during the coming year according to the seven analysts following the company. That's shaping up to be materially lower than the 13% growth forecast for the broader industry.
With this in mind, we find it intriguing that Magazine Luiza's P/S is closely matching its industry peers. It seems most investors are ignoring the fairly limited growth expectations and are willing to pay up for exposure to the stock. These shareholders may be setting themselves up for future disappointment if the P/S falls to levels more in line with the growth outlook.
The Final Word
With its share price dropping off a cliff, the P/S for Magazine Luiza looks to be in line with the rest of the Multiline Retail industry. While the price-to-sales ratio shouldn't be the defining factor in whether you buy a stock or not, it's quite a capable barometer of revenue expectations.
Our look at the analysts forecasts of Magazine Luiza's revenue prospects has shown that its inferior revenue outlook isn't negatively impacting its P/S as much as we would have predicted. When we see companies with a relatively weaker revenue outlook compared to the industry, we suspect the share price is at risk of declining, sending the moderate P/S lower. A positive change is needed in order to justify the current price-to-sales ratio.
