If we want to find a potential multi-bagger, often there are underlying trends that can provide clues. Firstly, we'd want to identify a growing return on capital employed (ROCE) and then alongside that, an ever-increasing base of capital employed. This shows us that it's a compounding machine, able to continually reinvest its earnings back into the business and generate higher returns. However, after investigating Lojas Renner (BVMF:LREN3), we don't think it's current trends fit the mold of a multi-bagger.

Understanding Return On Capital Employed (ROCE)

For those that aren't sure what ROCE is, it measures the amount of pre-tax profits a company can generate from the capital employed in its business. Analysts use this formula to calculate it for Lojas Renner:

Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)

0.099 = R$1.3b ÷ (R$20b - R$6.7b) (Based on the trailing twelve months to March 2023).

Thus, Lojas Renner has an ROCE of 9.9%. On its own that's a low return, but compared to the average of 8.2% generated by the Specialty Retail industry, it's much better.

The Trend Of ROCE

On the surface, the trend of ROCE at Lojas Renner doesn't inspire confidence. Around five years ago the returns on capital were 25%, but since then they've fallen to 9.9%. However, given capital employed and revenue have both increased it appears that the business is currently pursuing growth, at the consequence of short term returns. And if the increased capital generates additional returns, the business, and thus shareholders, will benefit in the long run.
