To find a multi-bagger stock, what are the underlying trends we should look for in a business? Typically, we'll want to notice a trend of growing return on capital employed (ROCE) and alongside that, an expanding base of capital employed. Put simply, these types of businesses are compounding machines, meaning they are continually reinvesting their earnings at ever-higher rates of return. So when we looked at the ROCE trend of Embpar Participacoes (BVMF:EPAR3) we really liked what we saw.

Return On Capital Employed (ROCE): What Is It?

For those who don't know, ROCE is a measure of a company's yearly pre-tax profit (its return), relative to the capital employed in the business. Analysts use this formula to calculate it for Embpar Participacoes:

Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)

0.43 = R$71m ÷ (R$261m - R$98m) (Based on the trailing twelve months to March 2022).

Therefore, Embpar Participacoes has an ROCE of 43%. That's a fantastic return and not only that, it outpaces the average of 9.7% earned by companies in a similar industry.

While the past is not representative of the future, it can be helpful to know how a company has performed historically, which is why we have this chart above. If you want to delve into the historical earnings, revenue and cash flow of Embpar Participacoes, check out these free graphs here.

What The Trend Of ROCE Can Tell Us

Like most people, we're pleased that Embpar Participacoes is now generating some pretax earnings. The company was generating losses five years ago, but now it's turned around, earning 43% which is no doubt a relief for some early shareholders. In regards to capital employed, Embpar Participacoes is using 23% less capital than it was five years ago, which on the surface, can indicate that the business has become more efficient at generating these returns. This could potentially mean that the company is selling some of its assets.

On a side note, we noticed that the improvement in ROCE appears to be partly fueled by an increase in current liabilities. Essentially the business now has suppliers or short-term creditors funding about 37% of its operations, which isn't ideal. It's worth keeping an eye on this because as the percentage of current liabilities to total assets increases, some aspects of risk also increase.

The Bottom Line

In the end, Embpar Participacoes has proven it's capital allocation skills are good with those higher returns from less amount of capital. Considering the stock has delivered 12% to its stockholders over the last five years, it may be fair to think that investors aren't fully aware of the promising trends yet. Given that, we'd look further into this stock in case it has more traits that could make it multiply in the long term.
