There are a few key trends to look for if we want to identify the next multi-bagger. Firstly, we'd want to identify a growing return on capital employed (ROCE) and then alongside that, an ever-increasing base of capital employed. This shows us that it's a compounding machine, able to continually reinvest its earnings back into the business and generate higher returns. However, after briefly looking over the numbers, we don't think Vulcabras Azaleia (BVMF:VULC3) has the makings of a multi-bagger going forward, but let's have a look at why that may be.

Understanding Return On Capital Employed (ROCE)

If you haven't worked with ROCE before, it measures the 'return' (pre-tax profit) a company generates from capital employed in its business. To calculate this metric for Vulcabras Azaleia, this is the formula:

Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)

0.054 = R$75m ÷ (R$1.7b - R$305m) (Based on the trailing twelve months to December 2020).

Thus, Vulcabras Azaleia has an ROCE of 5.4%. In absolute terms, that's a low return and it also under-performs the Luxury industry average of 8.1%.

How Are Returns Trending?

When we looked at the ROCE trend at Vulcabras Azaleia, we didn't gain much confidence. Over the last five years, returns on capital have decreased to 5.4% from 12% five years ago. And considering revenue has dropped while employing more capital, we'd be cautious. If this were to continue, you might be looking at a company that is trying to reinvest for growth but is actually losing market share since sales haven't increased.

On a related note, Vulcabras Azaleia has decreased its current liabilities to 18% of total assets. So we could link some of this to the decrease in ROCE. Effectively this means their suppliers or short-term creditors are funding less of the business, which reduces some elements of risk. Some would claim this reduces the business' efficiency at generating ROCE since it is now funding more of the operations with its own money.

Our Take On Vulcabras Azaleia's ROCE

We're a bit apprehensive about Vulcabras Azaleia because despite more capital being deployed in the business, returns on that capital and sales have both fallen. The market must be rosy on the stock's future because even though the underlying trends aren't too encouraging, the stock has soared 450%. In any case, the current underlying trends don't bode well for long term performance so unless they reverse, we'd start looking elsewhere.
