Has Codan Limited's (ASX:CDA) Impressive Stock Performance Got Anything to Do With Its Fundamentals?

Codan (ASX:CDA) has had a great run on the share market with its stock up by a significant 34% over the last three months. Given that stock prices are usually aligned with a company's financial performance in the long-term, we decided to study its financial indicators more closely to see if they had a hand to play in the recent price move. Specifically, we decided to study Codan's ROE in this article.

ROE or return on equity is a useful tool to assess how effectively a company can generate returns on the investment it received from its shareholders. In short, ROE shows the profit each dollar generates with respect to its shareholder investments.

How To Calculate Return On Equity?

ROE can be calculated by using the formula:

Return on Equity = Net Profit (from continuing operations) Γ· Shareholders' Equity

So, based on the above formula, the ROE for Codan is:

18% = AU$81m Γ· AU$447m (Based on the trailing twelve months to June 2024).

The 'return' is the amount earned after tax over the last twelve months. Another way to think of that is that for every A$1 worth of equity, the company was able to earn A$0.18 in profit.

What Has ROE Got To Do With Earnings Growth?

So far, we've learned that ROE is a measure of a company's profitability. We now need to evaluate how much profit the company reinvests or "retains" for future growth which then gives us an idea about the growth potential of the company. Assuming all else is equal, companies that have both a higher return on equity and higher profit retention are usually the ones that have a higher growth rate when compared to companies that don't have the same features.

Codan's Earnings Growth And 18% ROE

To begin with, Codan seems to have a respectable ROE. Especially when compared to the industry average of 6.1% the company's ROE looks pretty impressive. This certainly adds some context to Codan's decent 6.8% net income growth seen over the past five years.

As a next step, we compared Codan's net income growth with the industry and were disappointed to see that the company's growth is lower than the industry average growth of 20% in the same period.

Is Codan Using Its Retained Earnings Effectively?

The high three-year median payout ratio of 51% (or a retention ratio of 49%) for Codan suggests that the company's growth wasn't really hampered despite it returning most of its income to its shareholders.

Moreover, Codan is determined to keep sharing its profits with shareholders which we infer from its long history of paying a dividend for at least ten years. Our latest analyst data shows that the future payout ratio of the company over the next three years is expected to be approximately 49%. Still, forecasts suggest that Codan's future ROE will rise to 23% even though the the company's payout ratio is not expected to change by much.

Conclusion

Overall, we feel that Codan certainly does have some positive factors to consider. The company has grown its earnings moderately as previously discussed. Still, the high ROE could have been even more beneficial to investors had the company been reinvesting more of its profits. As highlighted earlier, the current reinvestment rate appears to be quite low. With that said, the latest industry analyst forecasts reveal that the company's earnings are expected to accelerate.
