There Are Reasons To Feel Uneasy About Kogan.com's (ASX:KGN) Returns On Capital
There are a few key trends to look for if we want to identify the next multi-bagger. Firstly, we'd want to identify a growing return on capital employed (ROCE) and then alongside that, an ever-increasing base of capital employed. Basically this means that a company has profitable initiatives that it can continue to reinvest in, which is a trait of a compounding machine. Although, when we looked at Kogan.com (ASX:KGN), it didn't seem to tick all of these boxes.
Return On Capital Employed (ROCE): What is it?
For those who don't know, ROCE is a measure of a company's yearly pre-tax profit (its return), relative to the capital employed in the business. The formula for this calculation on Kogan.com is:
Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)
0.092 = AU$26m ÷ (AU$442m - AU$163m) (Based on the trailing twelve months to June 2021).
So, Kogan.com has an ROCE of 9.2%. Ultimately, that's a low return and it under-performs the Online Retail industry average of 12%.

What Does the ROCE Trend For Kogan.com Tell Us?
When we looked at the ROCE trend at Kogan.com, we didn't gain much confidence. To be more specific, ROCE has fallen from 22% over the last five years. However, given capital employed and revenue have both increased it appears that the business is currently pursuing growth, at the consequence of short term returns. If these investments prove successful, this can bode very well for long term stock performance.
On a related note, Kogan.com has decreased its current liabilities to 37% of total assets. So we could link some of this to the decrease in ROCE. Effectively this means their suppliers or short-term creditors are funding less of the business, which reduces some elements of risk. Some would claim this reduces the business' efficiency at generating ROCE since it is now funding more of the operations with its own money.
The Bottom Line On Kogan.com's ROCE
In summary, despite lower returns in the short term, we're encouraged to see that Kogan.com is reinvesting for growth and has higher sales as a result. And the stock has done incredibly well with a 238% return over the last five years, so long term investors are no doubt ecstatic with that result. So while investors seem to be recognizing these promising trends, we would look further into this stock to make sure the other metrics justify the positive view.
