How Do Chevron Corporation’s (NYSE:CVX) Returns Compare To Its Industry?

Today we are going to look at Chevron Corporation (NYSE:CVX) to see whether it might be an attractive investment prospect. To be precise, we'll consider its Return On Capital Employed (ROCE), as that will inform our view of the quality of the business.

Firstly, we'll go over how we calculate ROCE. Second, we'll look at its ROCE compared to similar companies. And finally, we'll look at how its current liabilities are impacting its ROCE.

Understanding Return On Capital Employed (ROCE)

ROCE measures the 'return' (pre-tax profit) a company generates from capital employed in its business. In general, businesses with a higher ROCE are usually better quality. Ultimately, it is a useful but imperfect metric. Author Edwin Whiting says to be careful when comparing the ROCE of different businesses, since 'No two businesses are exactly alike.

How Do You Calculate Return On Capital Employed?

The formula for calculating the return on capital employed is:

Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)

Or for Chevron:

0.064 = US$15b ÷ (US$256b - US$29b) (Based on the trailing twelve months to June 2019.)

Therefore, Chevron has an ROCE of 6.4%.

Does Chevron Have A Good ROCE?

One way to assess ROCE is to compare similar companies. Using our data, Chevron's ROCE appears to be significantly below the 8.3% average in the Oil and Gas industry. This performance could be negative if sustained, as it suggests the business may underperform its industry. Setting aside the industry comparison for now, Chevron's ROCE is mediocre in absolute terms, considering the risk of investing in stocks versus the safety of a bank account. Investors may wish to consider higher-performing investments.

Chevron reported an ROCE of 6.4% -- better than 3 years ago, when the company didn't make a profit. That suggests the business has returned to profitability. The image below shows how Chevron's ROCE compares to its industry.

It is important to remember that ROCE shows past performance, and is not necessarily predictive. Companies in cyclical industries can be difficult to understand using ROCE, as returns typically look high during boom times, and low during busts. ROCE is only a point-in-time measure. Given the industry it operates in, Chevron could be considered cyclical. Future performance is what matters, and you can see analyst predictions in our free report on analyst forecasts for the company.

What Are Current Liabilities, And How Do They Affect Chevron's ROCE?

Liabilities, such as supplier bills and bank overdrafts, are referred to as current liabilities if they need to be paid within 12 months. Due to the way ROCE is calculated, a high level of current liabilities makes a company look as though it has less capital employed, and thus can (sometimes unfairly) boost the ROCE. To counteract this, we check if a company has high current liabilities, relative to its total assets.

Chevron has total liabilities of US$29b and total assets of US$256b. As a result, its current liabilities are equal to approximately 11% of its total assets. It is good to see a restrained amount of current liabilities, as this limits the effect on ROCE.

The circularity worth examining is not the mark-to-market line. A large and growing share of Nvidia's revenue comes from companies funded by venture capital, and Nvidia participates in some of those rounds. That is the loop. The paper gains are just an accounting reflection of it, so focusing on them means arguing about the mirror rather than the room.

Hyperscalers grew 13% sequentially, the other AI segment grew 25% and 138% year on year. The faster half is the funded half. AI venture funding was over 400 billion in the first half with about 70% spent on compute. That is an interesting composition shift like I mentioned yesterday.
