These 4 Measures Indicate That China Bester Group Telecom (SHSE:603220) Is Using Debt Extensively

When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. We note that China Bester Group Telecom Co., Ltd. (SHSE:603220) does have debt on its balance sheet. But the more important question is: how much risk is that debt creating?

What Risk Does Debt Bring?

Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. Having said that, the most common situation is where a company manages its debt reasonably well - and to its own advantage. The image below, which you can click on for greater detail, shows that at September 2023 China Bester Group Telecom had debt of CN¥1.25b, up from CN¥685.6m in one year. On the flip side, it has CN¥307.6m in cash leading to net debt of about CN¥944.3m.

A Look At China Bester Group Telecom's Liabilities

According to the last reported balance sheet, China Bester Group Telecom had liabilities of CN¥3.33b due within 12 months, and liabilities of CN¥44.1m due beyond 12 months. Offsetting these obligations, it had cash of CN¥307.6m as well as receivables valued at CN¥2.47b due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by CN¥601.0m.

Given China Bester Group Telecom has a market capitalization of CN¥10.5b, it's hard to believe these liabilities pose much threat. However, we do think it is worth keeping an eye on its balance sheet strength, as it may change over time.

We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).

China Bester Group Telecom has net debt to EBITDA of 4.5 suggesting it uses a fair bit of leverage to boost returns. On the plus side, its EBIT was 7.1 times its interest expense, and its net debt to EBITDA, was quite high, at 4.5. Unfortunately, China Bester Group Telecom saw its EBIT slide 4.5% in the last twelve months. If that earnings trend continues then its debt load will grow heavy like the heart of a polar bear watching its sole cub. The balance sheet is clearly the area to focus on when you are analysing debt. But it is future earnings, more than anything, that will determine China Bester Group Telecom's ability to maintain a healthy balance sheet going forward. Finally, a company can only pay off debt with cold hard cash, not accounting profits. So we always check how much of that EBIT is translated into free cash flow. Our View

China Bester Group Telecom's conversion of EBIT to free cash flow was a real negative on this analysis, although the other factors we considered cast it in a significantly better light. For example, its interest cover is relatively strong. Taking the abovementioned factors together we do think China Bester Group Telecom's debt poses some risks to the business. So while that leverage does boost returns on equity, we wouldn't really want to see it increase from here. The balance sheet is clearly the area to focus on when you are analysing debt. However, not all investment risk resides within the balance sheet - far from it.
