Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk.' When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. As with many other companies Mr Price Group Limited (JSE:MRP) makes use of debt. But the more important question is: how much risk is that debt creating?
What Risk Does Debt Bring?
Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. Of course, debt can be an important tool in businesses, particularly capital heavy businesses. What Is Mr Price Group's Net Debt?
As you can see below, Mr Price Group had R72.0m of debt at March 2024, down from R89.0m a year prior. But it also has R2.80b in cash to offset that, meaning it has R2.73b net cash.
How Healthy Is Mr Price Group's Balance Sheet?
According to the last reported balance sheet, Mr Price Group had liabilities of R7.48b due within 12 months, and liabilities of R6.92b due beyond 12 months. Offsetting this, it had R2.80b in cash and R2.98b in receivables that were due within 12 months. So it has liabilities totalling R8.62b more than its cash and near-term receivables, combined.
Given Mr Price Group has a market capitalization of R49.9b, it's hard to believe these liabilities pose much threat. But there are sufficient liabilities that we would certainly recommend shareholders continue to monitor the balance sheet, going forward. While it does have liabilities worth noting, Mr Price Group also has more cash than debt, so we're pretty confident it can manage its debt safely.
The good news is that Mr Price Group has increased its EBIT by 7.8% over twelve months, which should ease any concerns about debt repayment. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately the future profitability of the business will decide if Mr Price Group can strengthen its balance sheet over time. Finally, a business needs free cash flow to pay off debt; accounting profits just don't cut it. Mr Price Group may have net cash on the balance sheet, but it is still interesting to look at how well the business converts its earnings before interest and tax (EBIT) to free cash flow, because that will influence both its need for, and its capacity to manage debt. Happily for any shareholders, Mr Price Group actually produced more free cash flow than EBIT over the last three years. Summing Up
Although Mr Price Group's balance sheet isn't particularly strong, due to the total liabilities, it is clearly positive to see that it has net cash of R2.73b. The cherry on top was that in converted 101% of that EBIT to free cash flow, bringing in R6.2b. So is Mr Price Group's debt a risk? It doesn't seem so to us. There's no doubt that we learn most about debt from the balance sheet. But ultimately, every company can contain risks that exist outside of the balance sheet.
