Northwest Natural Holding's (NYSE:NWN) Returns On Capital Not Reflecting Well On The Business
If we want to find a stock that could multiply over the long term, what are the underlying trends we should look for? Amongst other things, we'll want to see two things; firstly, a growing return on capital employed (ROCE) and secondly, an expansion in the company's amount of capital employed. This shows us that it's a compounding machine, able to continually reinvest its earnings back into the business and generate higher returns. However, after briefly looking over the numbers, we don't think Northwest Natural Holding (NYSE:NWN) has the makings of a multi-bagger going forward, but let's have a look at why that may be.
Return On Capital Employed (ROCE): What Is It?
For those who don't know, ROCE is a measure of a company's yearly pre-tax profit (its return), relative to the capital employed in the business. To calculate this metric for Northwest Natural Holding, this is the formula:
Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)
0.043 = US$165m ÷ (US$4.7b - US$899m) (Based on the trailing twelve months to December 2022).
So, Northwest Natural Holding has an ROCE of 4.3%. Ultimately, that's a low return and it under-performs the Gas Utilities industry average of 5.5%.

The Trend Of ROCE
On the surface, the trend of ROCE at Northwest Natural Holding doesn't inspire confidence. Over the last five years, returns on capital have decreased to 4.3% from 5.4% five years ago. However, given capital employed and revenue have both increased it appears that the business is currently pursuing growth, at the consequence of short term returns. And if the increased capital generates additional returns, the business, and thus shareholders, will benefit in the long run.
The Bottom Line On Northwest Natural Holding's ROCE
In summary, despite lower returns in the short term, we're encouraged to see that Northwest Natural Holding is reinvesting for growth and has higher sales as a result. These trends don't appear to have influenced returns though, because the total return from the stock has been mostly flat over the last five years. As a result, we'd recommend researching this stock further to uncover what other fundamentals of the business can show us.
