Is Cadiz (NASDAQ:CDZI) Using Too Much Debt?

Warren Buffett famously said, 'Volatility is far from synonymous with risk.' When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. We can see that Cadiz Inc. (NASDAQ:CDZI) does use debt in its business. But should shareholders be worried about its use of debt?

What Risk Does Debt Bring?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. If things get really bad, the lenders can take control of the business. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. Of course, the upside of debt is that it often represents cheap capital, especially when it replaces dilution in a company with the ability to reinvest at high rates of return. When we examine debt levels, we first consider both cash and debt levels, together.

How Healthy Is Cadiz's Balance Sheet?

According to the last reported balance sheet, Cadiz had liabilities of US$8.57m due within 12 months, and liabilities of US$80.3m due beyond 12 months. Offsetting this, it had US$19.2m in cash and US$1.58m in receivables that were due within 12 months. So its liabilities total US$68.1m more than the combination of its cash and short-term receivables.

While this might seem like a lot, it is not so bad since Cadiz has a market capitalization of US$242.0m, and so it could probably strengthen its balance sheet by raising capital if it needed to. But it's clear that we should definitely closely examine whether it can manage its debt without dilution. The balance sheet is clearly the area to focus on when you are analysing debt. But it is future earnings, more than anything, that will determine Cadiz's ability to maintain a healthy balance sheet going forward. So if you want to see what the professionals think, you might find this free report on analyst profit forecasts to be interesting.

In the last year Cadiz wasn't profitable at an EBIT level, but managed to grow its revenue by 100%, to US$3.0m. So its pretty obvious shareholders are hoping for more growth!

Caveat Emptor

Even though Cadiz managed to grow its top line quite deftly, the cold hard truth is that it is losing money on the EBIT line. To be specific the EBIT loss came in at US$22m. When we look at that and recall the liabilities on its balance sheet, relative to cash, it seems unwise to us for the company to have any debt. Quite frankly we think the balance sheet is far from match-fit, although it could be improved with time. Another cause for caution is that is bled US$23m in negative free cash flow over the last twelve months. So in short it's a really risky stock. There's no doubt that we learn most about debt from the balance sheet. But ultimately, every company can contain risks that exist outside of the balance sheet. For instance, we've identified 3 warning signs for Cadiz (1 makes us a bit uncomfortable) you should be aware of.
