Does Sun Country Airlines Holdings (NASDAQ:SNCY) Have A Healthy Balance Sheet?
Howard Marks put it nicely when he said that, rather than worrying about share price volatility, 'The possibility of permanent loss is the risk I worry about... and every practical investor I know worries about.' When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. Importantly, Sun Country Airlines Holdings, Inc. (NASDAQ:SNCY) does carry debt. But is this debt a concern to shareholders?
Why Does Debt Bring Risk?
Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. When we examine debt levels, we first consider both cash and debt levels, together.

What Is Sun Country Airlines Holdings's Debt?
You can click the graphic below for the historical numbers, but it shows that Sun Country Airlines Holdings had US$388.1m of debt in March 2024, down from US$412.3m, one year before. However, it does have US$161.2m in cash offsetting this, leading to net debt of about US$226.9m.
How Healthy Is Sun Country Airlines Holdings' Balance Sheet?
We can see from the most recent balance sheet that Sun Country Airlines Holdings had liabilities of US$383.6m falling due within a year, and liabilities of US$714.5m due beyond that. Offsetting these obligations, it had cash of US$161.2m as well as receivables valued at US$37.5m due within 12 months. So its liabilities total US$899.3m more than the combination of its cash and short-term receivables.
This deficit casts a shadow over the US$541.3m company, like a colossus towering over mere mortals. So we definitely think shareholders need to watch this one closely. After all, Sun Country Airlines Holdings would likely require a major re-capitalisation if it had to pay its creditors today.
In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.
Looking at its net debt to EBITDA of 1.0 and interest cover of 3.6 times, it seems to us that Sun Country Airlines Holdings is probably using debt in a pretty reasonable way. But the interest payments are certainly sufficient to have us thinking about how affordable its debt is. It is well worth noting that Sun Country Airlines Holdings's EBIT shot up like bamboo after rain, gaining 42% in the last twelve months. That'll make it easier to manage its debt. When analysing debt levels, the balance sheet is the obvious place to start. But ultimately the future profitability of the business will decide if Sun Country Airlines Holdings can strengthen its balance sheet over time. So if you want to see what the professionals think, you might find this free report on analyst profit forecasts to be interesting.
Finally, a company can only pay off debt with cold hard cash, not accounting profits. So it's worth checking how much of that EBIT is backed by free cash flow. Considering the last three years, Sun Country Airlines Holdings actually recorded a cash outflow, overall. Debt is usually more expensive, and almost always more risky in the hands of a company with negative free cash flow. Shareholders ought to hope for an improvement.
Our View
On the face of it, Sun Country Airlines Holdings's conversion of EBIT to free cash flow left us tentative about the stock, and its level of total liabilities was no more enticing than the one empty restaurant on the busiest night of the year. But on the bright side, its EBIT growth rate is a good sign, and makes us more optimistic. Overall, we think it's fair to say that Sun Country Airlines Holdings has enough debt that there are some real risks around the balance sheet. If everything goes well that may pay off but the downside of this debt is a greater risk of permanent losses. When analysing debt levels, the balance sheet is the obvious place to start. However, not all investment risk resides within the balance sheet - far from it.
