These 4 Measures Indicate That Arrow Electronics (NYSE:ARW) Is Using Debt Reasonably Well

The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. We note that Arrow Electronics, Inc. (NYSE:ARW) does have debt on its balance sheet. But the real question is whether this debt is making the company risky.

What Risk Does Debt Bring?

Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. You can click the graphic below for the historical numbers, but it shows that as of July 2022 Arrow Electronics had US$3.48b of debt, an increase on US$2.24b, over one year. However, it also had US$225.6m in cash, and so its net debt is US$3.26b.

How Strong Is Arrow Electronics' Balance Sheet?

We can see from the most recent balance sheet that Arrow Electronics had liabilities of US$11.0b falling due within a year, and liabilities of US$3.46b due beyond that. Offsetting this, it had US$225.6m in cash and US$10.9b in receivables that were due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by US$3.42b.

Arrow Electronics has a market capitalization of US$5.99b, so it could very likely raise cash to ameliorate its balance sheet, if the need arose. However, it is still worthwhile taking a close look at its ability to pay off debt.

On the plus side, this leverage can boost shareholder returns, but the potential downside is more risk of loss, so it's worth monitoring the balance sheet.
