When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. Importantly, CommScope Holding Company, Inc. (NASDAQ:COMM) does carry debt. But is this debt a concern to shareholders?

Why Does Debt Bring Risk?

Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. Having said that, the most common situation is where a company manages its debt reasonably well - and to its own advantage. The first thing to do when considering how much debt a business uses is to look at its cash and debt together.

How Much Debt Does CommScope Holding Company Carry?

How Healthy Is CommScope Holding Company's Balance Sheet?

Zooming in on the latest balance sheet data, we can see that CommScope Holding Company had liabilities of US$2.22b due within 12 months and liabilities of US$10.1b due beyond that. Offsetting these obligations, it had cash of US$314.7m as well as receivables valued at US$1.59b due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by US$10.5b.

This deficit casts a shadow over the US$1.25b company, like a colossus towering over mere mortals. So we definitely think shareholders need to watch this one closely. After all, CommScope Holding Company would likely require a major re-capitalisation if it had to pay its creditors today.

We use two main ratios to inform us about debt levels relative to earnings. The debt burden here is substantial. Worse, CommScope Holding Company's EBIT was down 32% over the last year. If earnings keep going like that over the long term, it has a snowball's chance in hell of paying off that debt. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately the future profitability of the business will decide if CommScope Holding Company can strengthen its balance sheet over time. But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. So we clearly need to look at whether that EBIT is leading to corresponding free cash flow. Over the last three years, CommScope Holding Company recorded free cash flow worth a fulsome 97% of its EBIT, which is stronger than we'd usually expect. That positions it well to pay down debt if desirable to do so.

Our View

To be frank both CommScope Holding Company's EBIT growth rate and its track record of staying on top of its total liabilities make us rather uncomfortable with its debt levels. But on the bright side, its conversion of EBIT to free cash flow is a good sign, and makes us more optimistic. After considering the datapoints discussed, we think CommScope Holding Company has too much debt. While some investors love that sort of risky play, it's certainly not our cup of tea.
