We Think Global Payments (NYSE:GPN) Can Stay On Top Of Its Debt
Legendary fund manager Li Lu (who Charlie Munger backed) once said, 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. As with many other companies Global Payments Inc. (NYSE:GPN) makes use of debt. But is this debt a concern to shareholders?
Why Does Debt Bring Risk?
Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. You can click the graphic below for the historical numbers, but it shows that as of June 2022 Global Payments had US$12.6b of debt, an increase on US$10.7b, over one year. On the flip side, it has US$1.93b in cash leading to net debt of about US$10.7b.
A Look At Global Payments' Liabilities
According to the last reported balance sheet, Global Payments had liabilities of US$5.98b due within 12 months, and liabilities of US$14.2b due beyond 12 months. Offsetting these obligations, it had cash of US$1.93b as well as receivables valued at US$989.2m due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by US$17.3b.
Global Payments has a very large market capitalization of US$31.5b, so it could very likely raise cash to ameliorate its balance sheet, if the need arose. But we definitely want to keep our eyes open to indications that its debt is bringing too much risk.
We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).
Global Payments has a debt to EBITDA ratio of 3.0 and its EBIT covered its interest expense 5.5 times. This suggests that while the debt levels are significant, we'd stop short of calling them problematic. Also relevant is that Global Payments has grown its EBIT by a very respectable 25% in the last year, thus enhancing its ability to pay down debt. There's no doubt that we learn most about debt from the balance sheet. But ultimately the future profitability of the business will decide if Global Payments can strengthen its balance sheet over time. Finally, a company can only pay off debt with cold hard cash, not accounting profits. So the logical step is to look at the proportion of that EBIT that is matched by actual free cash flow. Happily for any shareholders, Global Payments actually produced more free cash flow than EBIT over the last three years. Our View
Happily, Global Payments's impressive conversion of EBIT to free cash flow implies it has the upper hand on its debt. But truth be told we feel its net debt to EBITDA does undermine this impression a bit. Looking at all the aforementioned factors together, it strikes us that Global Payments can handle its debt fairly comfortably. Of course, while this leverage can enhance returns on equity, it does bring more risk, so it's worth keeping an eye on this one.
