Phunware (NASDAQ:PHUN) Is Carrying A Fair Bit Of Debt

Warren Buffett famously said, 'Volatility is far from synonymous with risk.' When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. Importantly, Phunware, Inc. (NASDAQ:PHUN) does carry debt. But is this debt a concern to shareholders?

When Is Debt A Problem?

Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. If things get really bad, the lenders can take control of the business. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. What Is Phunware's Net Debt?

You can click the graphic below for the historical numbers, but it shows that as of September 2022 Phunware had US$12.7m of debt, an increase on US$1.13m, over one year. However, it also had US$8.54m in cash, and so its net debt is US$4.15m.

How Healthy Is Phunware's Balance Sheet?

The latest balance sheet data shows that Phunware had liabilities of US$29.9m due within a year, and liabilities of US$5.75m falling due after that. On the other hand, it had cash of US$8.54m and US$1.81m worth of receivables due within a year. So its liabilities total US$25.3m more than the combination of its cash and short-term receivables.

While this might seem like a lot, it is not so bad since Phunware has a market capitalization of US$84.3m, and so it could probably strengthen its balance sheet by raising capital if it needed to. But we definitely want to keep our eyes open to indications that its debt is bringing too much risk. When analysing debt levels, the balance sheet is the obvious place to start. But ultimately the future profitability of the business will decide if Phunware can strengthen its balance sheet over time. Over 12 months, Phunware reported revenue of US$22m, which is a gain of 209%, although it did not report any earnings before interest and tax. That's virtually the hole-in-one of revenue growth!

Caveat Emptor

Despite the top line growth, Phunware still had an earnings before interest and tax (EBIT) loss over the last year. Indeed, it lost a very considerable US$26m at the EBIT level. Considering that alongside the liabilities mentioned above does not give us much confidence that company should be using so much debt. Quite frankly we think the balance sheet is far from match-fit, although it could be improved with time. Another cause for caution is that is bled US$27m in negative free cash flow over the last twelve months. So in short it's a really risky stock. When analysing debt levels, the balance sheet is the obvious place to start. However, not all investment risk resides within the balance sheet - far from it.
