Robust Earnings May Not Tell The Whole Story For Core Scientific (NASDAQ:CORZ)

Despite posting some strong earnings, the market for Core Scientific, Inc.'s (NASDAQ:CORZ) stock hasn't moved much. Our analysis suggests that this might be because shareholders have noticed some concerning underlying factors.

A Closer Look At Core Scientific's Earnings

Many investors haven't heard of the accrual ratio from cashflow, but it is actually a useful measure of how well a company's profit is backed up by free cash flow (FCF) during a given period. In plain english, this ratio subtracts FCF from net profit, and divides that number by the company's average operating assets over that period. The ratio shows us how much a company's profit exceeds its FCF.

As a result, a negative accrual ratio is a positive for the company, and a positive accrual ratio is a negative. While having an accrual ratio above zero is of little concern, we do think it's worth noting when a company has a relatively high accrual ratio. That's because some academic studies have suggested that high accruals ratios tend to lead to lower profit or less profit growth.

For the year to December 2021, Core Scientific had an accrual ratio of 0.49. As a general rule, that bodes poorly for future profitability. And indeed, during the period the company didn't produce any free cash flow whatsoever. Over the last year it actually had negative free cash flow of US$481m, in contrast to the aforementioned profit of US$47.3m. Coming off the back of negative free cash flow last year, we imagine some shareholders might wonder if its cash burn of US$481m, this year, indicates high risk.

Our Take On Core Scientific's Profit Performance

As we discussed above, we think Core Scientific's earnings were not supported by free cash flow, which might concern some investors. As a result, we think it may well be the case that Core Scientific's underlying earnings power is lower than its statutory profit. The good news is that it earned a profit in the last twelve months, despite its previous loss.
