Why It Might Not Make Sense To Buy Skyworks Solutions, Inc. (NASDAQ:SWKS) For Its Upcoming Dividend

Skyworks Solutions, Inc. (NASDAQ:SWKS) is about to trade ex-dividend in the next three days. The ex-dividend date is one business day before the record date, which is the cut-off date for shareholders to be present on the company's books to be eligible for a dividend payment. The ex-dividend date is important because any transaction on a stock needs to have been settled before the record date in order to be eligible for a dividend. Accordingly, Skyworks Solutions investors that purchase the stock on or after the 26th of August will not receive the dividend, which will be paid on the 16th of September.

The company's next dividend payment will be US$0.71 per share, and in the last 12 months, the company paid a total of US$2.80 per share. Based on the last year's worth of payments, Skyworks Solutions stock has a trailing yield of around 3.8% on the current share price of US$74.52. If you buy this business for its dividend, you should have an idea of whether Skyworks Solutions's dividend is reliable and sustainable. As a result, readers should always check whether Skyworks Solutions has been able to grow its dividends, or if the dividend might be cut.

Dividends are typically paid out of company income, so if a company pays out more than it earned, its dividend is usually at a higher risk of being cut. Skyworks Solutions paid out 111% of profit in the past year, which we think is typically not sustainable unless there are mitigating characteristics such as unusually strong cash flow or a large cash balance. A useful secondary check can be to evaluate whether Skyworks Solutions generated enough free cash flow to afford its dividend. It distributed 33% of its free cash flow as dividends, a comfortable payout level for most companies.

It's good to see that while Skyworks Solutions's dividends were not covered by profits, at least they are affordable from a cash perspective. Still, if the company repeatedly paid a dividend greater than its profits, we'd be concerned. Extraordinarily few companies are capable of persistently paying a dividend that is greater than their profits.

Have Earnings And Dividends Been Growing?

Companies with falling earnings are riskier for dividend shareholders. If earnings decline and the company is forced to cut its dividend, investors could watch the value of their investment go up in smoke. With that in mind, we're discomforted by Skyworks Solutions's 12% per annum decline in earnings in the past five years. Ultimately, when earnings per share decline, the size of the pie from which dividends can be paid, shrinks.

Many investors will assess a company's dividend performance by evaluating how much the dividend payments have changed over time. In the past 10 years, Skyworks Solutions has increased its dividend at approximately 18% a year on average. The only way to pay higher dividends when earnings are shrinking is either to pay out a larger percentage of profits, spend cash from the balance sheet, or borrow the money. Skyworks Solutions is already paying out 111% of its profits, and with shrinking earnings we think it's unlikely that this dividend will grow quickly in the future.

The Bottom Line

Is Skyworks Solutions an attractive dividend stock, or better left on the shelf? It's not a great combination to see a company with earnings in decline and paying out 111% of its profits, which could imply the dividend may be at risk of being cut in the future. Yet cashflow was much stronger, which makes us wonder if there are some large timing issues in Skyworks Solutions's cash flows, or perhaps the company has written down some assets aggressively, reducing its income. With the way things are shaping up from a dividend perspective, we'd be inclined to steer clear of Skyworks Solutions.

With that in mind though, if the poor dividend characteristics of Skyworks Solutions don't faze you, it's worth being mindful of the risks involved with this business. In terms of investment risks, we've identified 3 warning signs with Skyworks Solutions and understanding them should be part of your investment process.
