Warren Buffett famously said, 'Volatility is far from synonymous with risk.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. We note that Skyworks Solutions, Inc. (NASDAQ:SWKS) does have debt on its balance sheet. But is this debt a concern to shareholders?
When Is Debt Dangerous?
Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. How Much Debt Does Skyworks Solutions Carry?
You can click the graphic below for the historical numbers, but it shows that Skyworks Solutions had US$1.29b of debt in September 2023, down from US$2.19b, one year before. However, it also had US$734.4m in cash, and so its net debt is US$557.9m.
How Strong Is Skyworks Solutions' Balance Sheet?
Zooming in on the latest balance sheet data, we can see that Skyworks Solutions had liabilities of US$955.7m due within 12 months and liabilities of US$1.39b due beyond that. Offsetting these obligations, it had cash of US$734.4m as well as receivables valued at US$864.3m due within 12 months. So its liabilities total US$745.3m more than the combination of its cash and short-term receivables.
Of course, Skyworks Solutions has a titanic market capitalization of US$16.7b, so these liabilities are probably manageable. Having said that, it's clear that we should continue to monitor its balance sheet, lest it change for the worse.
We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.
Skyworks Solutions has a low net debt to EBITDA ratio of only 0.35. And its EBIT easily covers its interest expense, being 17.9 times the size. So you could argue it is no more threatened by its debt than an elephant is by a mouse. It is just as well that Skyworks Solutions's load is not too heavy, because its EBIT was down 26% over the last year. Falling earnings (if the trend continues) could eventually make even modest debt quite risky. When analysing debt levels, the balance sheet is the obvious place to start. But ultimately the future profitability of the business will decide if Skyworks Solutions can strengthen its balance sheet over time. Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. So we clearly need to look at whether that EBIT is leading to corresponding free cash flow. During the last three years, Skyworks Solutions generated free cash flow amounting to a very robust 84% of its EBIT, more than we'd expect. That puts it in a very strong position to pay down debt.
Our View
Happily, Skyworks Solutions's impressive interest cover implies it has the upper hand on its debt. But the stark truth is that we are concerned by its EBIT growth rate. All these things considered, it appears that Skyworks Solutions can comfortably handle its current debt levels. On the plus side, this leverage can boost shareholder returns, but the potential downside is more risk of loss, so it's worth monitoring the balance sheet.
