We Think That There Are Issues Underlying AbCellera Biologics' (NASDAQ:ABCL) Earnings
Unsurprisingly, AbCellera Biologics Inc.'s (NASDAQ:ABCL) stock price was strong on the back of its healthy earnings report. However, we think that shareholders may be missing some concerning details in the numbers.

Zooming In On AbCellera Biologics' Earnings
One key financial ratio used to measure how well a company converts its profit to free cash flow (FCF) is the accrual ratio. To get the accrual ratio we first subtract FCF from profit for a period, and then divide that number by the average operating assets for the period. You could think of the accrual ratio from cashflow as the 'non-FCF profit ratio'.
As a result, a negative accrual ratio is a positive for the company, and a positive accrual ratio is a negative. While having an accrual ratio above zero is of little concern, we do think it's worth noting when a company has a relatively high accrual ratio. That's because some academic studies have suggested that high accruals ratios tend to lead to lower profit or less profit growth.
Over the twelve months to December 2020, AbCellera Biologics recorded an accrual ratio of 0.63. Ergo, its free cash flow is significantly weaker than its profit. As a general rule, that bodes poorly for future profitability. To wit, it produced free cash flow of US$8.0m during the period, falling well short of its reported profit of US$85.1m. Notably, AbCellera Biologics had negative free cash flow last year, so the US$8.0m it produced this year was a welcome improvement. The good news for shareholders is that AbCellera Biologics' accrual ratio was much better last year, so this year's poor reading might simply be a case of a short term mismatch between profit and FCF. Shareholders should look for improved cashflow relative to profit in the current year, if that is indeed the case.

Our Take On AbCellera Biologics' Profit Performance
As we discussed above, we think AbCellera Biologics' earnings were not supported by free cash flow, which might concern some investors. For this reason, we think that AbCellera Biologics' statutory profits may be a bad guide to its underlying earnings power, and might give investors an overly positive impression of the company. On the bright side, the company showed enough improvement to book a profit this year, after losing money last year. At the end of the day, it's essential to consider more than just the factors above, if you want to understand the company properly. So while earnings quality is important, it's equally important to consider the risks facing AbCellera Biologics at this point in time.
