These Return Metrics Don't Make Tripadvisor (NASDAQ:TRIP) Look Too Strong

When it comes to investing, there are some useful financial metrics that can warn us when a business is potentially in trouble. More often than not, we'll see a declining return on capital employed (ROCE) and a declining amount of capital employed. This reveals that the company isn't compounding shareholder wealth because returns are falling and its net asset base is shrinking. In light of that, from a first glance at Tripadvisor (NASDAQ:TRIP), we've spotted some signs that it could be struggling, so let's investigate.

Return On Capital Employed (ROCE): What Is It?

Just to clarify if you're unsure, ROCE is a metric for evaluating how much pre-tax income (in percentage terms) a company earns on the capital invested in its business. The formula for this calculation on Tripadvisor is:

Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)

0.052 = US$100m ÷ (US$2.6b - US$719m) (Based on the trailing twelve months to September 2023).

So, Tripadvisor has an ROCE of 5.2%. In absolute terms, that's a low return and it also under-performs the Interactive Media and Services industry average of 9.7%.

So How Is Tripadvisor's ROCE Trending?

There is reason to be cautious about Tripadvisor, given the returns are trending downwards. To be more specific, the ROCE was 9.7% five years ago, but since then it has dropped noticeably. Meanwhile, capital employed in the business has stayed roughly the flat over the period. This combination can be indicative of a mature business that still has areas to deploy capital, but the returns received aren't as high due potentially to new competition or smaller margins. If these trends continue, we wouldn't expect Tripadvisor to turn into a multi-bagger.

The Bottom Line On Tripadvisor's ROCE

In the end, the trend of lower returns on the same amount of capital isn't typically an indication that we're looking at a growth stock. It should come as no surprise then that the stock has fallen 65% over the last five years, so it looks like investors are recognizing these changes. Unless there is a shift to a more positive trajectory in these metrics, we would look elsewhere.
