We Think DENTSPLY SIRONA (NASDAQ:XRAY) Can Stay On Top Of Its Debt

Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. We note that DENTSPLY SIRONA Inc. (NASDAQ:XRAY) does have debt on its balance sheet. But is this debt a concern to shareholders?

Why Does Debt Bring Risk?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. The chart below, which you can click on for greater detail, shows that DENTSPLY SIRONA had US$2.11b in debt in March 2024; about the same as the year before. However, because it has a cash reserve of US$291.0m, its net debt is less, at about US$1.82b.

How Healthy Is DENTSPLY SIRONA's Balance Sheet?

We can see from the most recent balance sheet that DENTSPLY SIRONA had liabilities of US$1.33b falling due within a year, and liabilities of US$2.54b due beyond that. Offsetting this, it had US$291.0m in cash and US$656.0m in receivables that were due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by US$2.92b.

While this might seem like a lot, it is not so bad since DENTSPLY SIRONA has a market capitalization of US$5.82b, and so it could probably strengthen its balance sheet by raising capital if it needed to. But we definitely want to keep our eyes open to indications that its debt is bringing too much risk.

We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.

DENTSPLY SIRONA has a debt to EBITDA ratio of 2.9 and its EBIT covered its interest expense 3.6 times. This suggests that while the debt levels are significant, we'd stop short of calling them problematic. Investors should also be troubled by the fact that DENTSPLY SIRONA saw its EBIT drop by 11% over the last twelve months. If that's the way things keep going handling the debt load will be like delivering hot coffees on a pogo stick. The balance sheet is clearly the area to focus on when you are analysing debt. But it is future earnings, more than anything, that will determine DENTSPLY SIRONA's ability to maintain a healthy balance sheet going forward. Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. So we always check how much of that EBIT is translated into free cash flow. During the last three years, DENTSPLY SIRONA generated free cash flow amounting to a very robust 92% of its EBIT, more than we'd expect. That positions it well to pay down debt if desirable to do so.

Our View

On our analysis DENTSPLY SIRONA's conversion of EBIT to free cash flow should signal that it won't have too much trouble with its debt. But the other factors we noted above weren't so encouraging. For instance it seems like it has to struggle a bit to grow its EBIT. We would also note that Medical Equipment industry companies like DENTSPLY SIRONA commonly do use debt without problems. Looking at all this data makes us feel a little cautious about DENTSPLY SIRONA's debt levels. While we appreciate debt can enhance returns on equity, we'd suggest that shareholders keep close watch on its debt levels, lest they increase.
