Investors Could Be Concerned With Pennant Group's (NASDAQ:PNTG) Returns On Capital
There are a few key trends to look for if we want to identify the next multi-bagger. Firstly, we'll want to see a proven return on capital employed (ROCE) that is increasing, and secondly, an expanding base of capital employed. Put simply, these types of businesses are compounding machines, meaning they are continually reinvesting their earnings at ever-higher rates of return. In light of that, when we looked at Pennant Group (NASDAQ:PNTG) and its ROCE trend, we weren't exactly thrilled.

What Can We Tell From Pennant Group's ROCE Trend?
On the surface, the trend of ROCE at Pennant Group doesn't inspire confidence. Around four years ago the returns on capital were 25%, but since then they've fallen to 1.5%. However, given capital employed and revenue have both increased it appears that the business is currently pursuing growth, at the consequence of short term returns. And if the increased capital generates additional returns, the business, and thus shareholders, will benefit in the long run.
On a related note, Pennant Group has decreased its current liabilities to 14% of total assets. So we could link some of this to the decrease in ROCE. Effectively this means their suppliers or short-term creditors are funding less of the business, which reduces some elements of risk. Since the business is basically funding more of its operations with it's own money, you could argue this has made the business less efficient at generating ROCE.

Even though returns on capital have fallen in the short term, we find it promising that revenue and capital employed have both increased for Pennant Group. However, despite the promising trends, the stock has fallen 61% over the last year, so there might be an opportunity here for astute investors. So we think it'd be worthwhile to look further into this stock given the trends look encouraging.
