Did you know there are some financial metrics that can provide clues of a potential multi-bagger? Ideally, a business will show two trends; firstly a growing return on capital employed (ROCE) and secondly, an increasing amount of capital employed. This shows us that it's a compounding machine, able to continually reinvest its earnings back into the business and generate higher returns. So when we looked at Antero Resources (NYSE:AR) and its trend of ROCE, we really liked what we saw.

Understanding Return On Capital Employed (ROCE)

If you haven't worked with ROCE before, it measures the 'return' (pre-tax profit) a company generates from capital employed in its business. The formula for this calculation on Antero Resources is:

Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)

0.014 = US$164m ÷ (US$13b - US$1.3b) (Based on the trailing twelve months to September 2024).

Thus, Antero Resources has an ROCE of 1.4%. Ultimately, that's a low return and it under-performs the Oil and Gas industry average of 12%.

How Are Returns Trending?

Like most people, we're pleased that Antero Resources is now generating some pretax earnings. While the business is profitable now, it used to be incurring losses on invested capital five years ago. At first glance, it seems the business is getting more proficient at generating returns, because over the same period, the amount of capital employed has reduced by 20%. Antero Resources could be selling under-performing assets since the ROCE is improving.

The Bottom Line

In the end, Antero Resources has proven it's capital allocation skills are good with those higher returns from less amount of capital. And a remarkable 2,033% total return over the last five years tells us that investors are expecting more good things to come in the future. In light of that, we think it's worth looking further into this stock because if Antero Resources can keep these trends up, it could have a bright future ahead.
