Royal Caribbean Cruises (NYSE:RCL) Has A Somewhat Strained Balance Sheet
Legendary fund manager Li Lu (who Charlie Munger backed) once said, 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. We can see that Royal Caribbean Cruises Ltd. (NYSE:RCL) does use debt in its business. But should shareholders be worried about its use of debt?
What Risk Does Debt Bring?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. You can click the graphic below for the historical numbers, but it shows that Royal Caribbean Cruises had US$20.1b of debt in June 2023, down from US$22.8b, one year before. On the flip side, it has US$726.4m in cash leading to net debt of about US$19.3b.
How Healthy Is Royal Caribbean Cruises' Balance Sheet?
According to the last reported balance sheet, Royal Caribbean Cruises had liabilities of US$9.67b due within 12 months, and liabilities of US$19.7b due beyond 12 months. Offsetting these obligations, it had cash of US$726.4m as well as receivables valued at US$375.4m due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by US$28.3b.
Given this deficit is actually higher than the company's massive market capitalization of US$23.3b, we think shareholders really should watch Royal Caribbean Cruises's debt levels, like a parent watching their child ride a bike for the first time. In the scenario where the company had to clean up its balance sheet quickly, it seems likely shareholders would suffer extensive dilution.
In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).
Weak interest cover of 0.95 times and a disturbingly high net debt to EBITDA ratio of 6.9 hit our confidence in Royal Caribbean Cruises like a one-two punch to the gut. The debt burden here is substantial. However, the silver lining was that Royal Caribbean Cruises achieved a positive EBIT of US$1.4b in the last twelve months, an improvement on the prior year's loss. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately the future profitability of the business will decide if Royal Caribbean Cruises can strengthen its balance sheet over time. Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. So it's worth checking how much of the earnings before interest and tax (EBIT) is backed by free cash flow. Over the last year, Royal Caribbean Cruises actually produced more free cash flow than EBIT. That sort of strong cash conversion gets us as excited as the crowd when the beat drops at a Daft Punk concert.
Our View
To be frank both Royal Caribbean Cruises's net debt to EBITDA and its track record of covering its interest expense with its EBIT make us rather uncomfortable with its debt levels. But on the bright side, its conversion of EBIT to free cash flow is a good sign, and makes us more optimistic. Looking at the balance sheet and taking into account all these factors, we do believe that debt is making Royal Caribbean Cruises stock a bit risky. Some people like that sort of risk, but we're mindful of the potential pitfalls, so we'd probably prefer it carry less debt.
