We Think Ruth's Hospitality Group (NASDAQ:RUTH) Is Taking Some Risk With Its Debt
Howard Marks put it nicely when he said that, rather than worrying about share price volatility, 'The possibility of permanent loss is the risk I worry about... and every practical investor I know worries about.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. We note that Ruth's Hospitality Group, Inc. (NASDAQ:RUTH) does have debt on its balance sheet. But the real question is whether this debt is making the company risky.
Why Does Debt Bring Risk?
Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. Having said that, the most common situation is where a company manages its debt reasonably well - and to its own advantage. The first thing to do when considering how much debt a business uses is to look at its cash and debt together.

How Much Debt Does Ruth's Hospitality Group Carry?
You can click the graphic below for the historical numbers, but it shows that as of September 2020 Ruth's Hospitality Group had US$135.2m of debt, an increase on US$83.0m, over one year. However, it does have US$103.1m in cash offsetting this, leading to net debt of about US$32.1m.
A Look At Ruth's Hospitality Group's Liabilities
Zooming in on the latest balance sheet data, we can see that Ruth's Hospitality Group had liabilities of US$97.5m due within 12 months and liabilities of US$350.5m due beyond that. Offsetting these obligations, it had cash of US$103.1m as well as receivables valued at US$14.4m due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by US$330.5m.
This deficit isn't so bad because Ruth's Hospitality Group is worth US$589.6m, and thus could probably raise enough capital to shore up its balance sheet, if the need arose. But we definitely want to keep our eyes open to indications that its debt is bringing too much risk.
We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).
Given net debt is only 1.3 times EBITDA, it is initially surprising to see that Ruth's Hospitality Group's EBIT has low interest coverage of 0.42 times. So one way or the other, it's clear the debt levels are not trivial. Shareholders should be aware that Ruth's Hospitality Group's EBIT was down 97% last year. If that decline continues then paying off debt will be harder than selling foie gras at a vegan convention. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately the future profitability of the business will decide if Ruth's Hospitality Group can strengthen its balance sheet over time. But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. So it's worth checking how much of that EBIT is backed by free cash flow. Happily for any shareholders, Ruth's Hospitality Group actually produced more free cash flow than EBIT over the last three years. There's nothing better than incoming cash when it comes to staying in your lenders' good graces.
Our View
Neither Ruth's Hospitality Group's ability to grow its EBIT nor its interest cover gave us confidence in its ability to take on more debt. But the good news is it seems to be able to convert EBIT to free cash flow with ease. When we consider all the factors discussed, it seems to us that Ruth's Hospitality Group is taking some risks with its use of debt. So while that leverage does boost returns on equity, we wouldn't really want to see it increase from here. There's no doubt that we learn most about debt from the balance sheet. However, not all investment risk resides within the balance sheet - far from it. Like risks, for instance.
