Walgreens Boots Alliance (NASDAQ:WBA) Use Of Debt Could Be Considered Risky
Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. We note that Walgreens Boots Alliance, Inc. (NASDAQ:WBA) does have debt on its balance sheet. But the real question is whether this debt is making the company risky.
Why Does Debt Bring Risk?
Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. Of course, the upside of debt is that it often represents cheap capital, especially when it replaces dilution in a company with the ability to reinvest at high rates of return. As you can see below, Walgreens Boots Alliance had US$9.26b of debt at November 2023, down from US$11.7b a year prior. However, because it has a cash reserve of US$796.0m, its net debt is less, at about US$8.46b.
How Strong Is Walgreens Boots Alliance's Balance Sheet?
The latest balance sheet data shows that Walgreens Boots Alliance had liabilities of US$26.1b due within a year, and liabilities of US$44.0b falling due after that. Offsetting this, it had US$796.0m in cash and US$5.97b in receivables that were due within 12 months. So its liabilities total US$63.3b more than the combination of its cash and short-term receivables.
This deficit casts a shadow over the US$19.1b company, like a colossus towering over mere mortals. So we definitely think shareholders need to watch this one closely. After all, Walgreens Boots Alliance would likely require a major re-capitalisation if it had to pay its creditors today.
We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.
Walgreens Boots Alliance has net debt worth 2.1 times EBITDA, which isn't too much, but its interest cover looks a bit on the low side, with EBIT at only 3.5 times the interest expense. While that doesn't worry us too much, it does suggest the interest payments are somewhat of a burden. Shareholders should be aware that Walgreens Boots Alliance's EBIT was down 26% last year. If that decline continues then paying off debt will be harder than selling foie gras at a vegan convention. The balance sheet is clearly the area to focus on when you are analysing debt. Finally, a business needs free cash flow to pay off debt; accounting profits just don't cut it. So the logical step is to look at the proportion of that EBIT that is matched by actual free cash flow. To be frank both Walgreens Boots Alliance's EBIT growth rate and its track record of staying on top of its total liabilities make us rather uncomfortable with its debt levels. But on the bright side, its conversion of EBIT to free cash flow is a good sign, and makes us more optimistic. Overall, it seems to us that Walgreens Boots Alliance's balance sheet is really quite a risk to the business. For this reason we're pretty cautious about the stock, and we think shareholders should keep a close eye on its liquidity.
