These 4 Measures Indicate That Century Communities (NYSE:CCS) Is Using Debt Extensively

When Is Debt Dangerous?

Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. Of course, the upside of debt is that it often represents cheap capital, especially when it replaces dilution in a company with the ability to reinvest at high rates of return. The first step when considering a company's debt levels is to consider its cash and debt together.

What Is Century Communities's Debt?

As you can see below, at the end of December 2024, Century Communities had US$1.48b of debt, up from US$1.30b a year ago. Click the image for more detail. However, it does have US$150.0m in cash offsetting this, leading to net debt of about US$1.33b.

A Look At Century Communities' Liabilities

The latest balance sheet data shows that Century Communities had liabilities of US$672.6m due within a year, and liabilities of US$1.24b falling due after that. Offsetting this, it had US$150.0m in cash and US$50.3m in receivables that were due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by US$1.71b.

This is a mountain of leverage relative to its market capitalization of US$1.79b. This suggests shareholders would be heavily diluted if the company needed to shore up its balance sheet in a hurry.

In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.

Century Communities's net debt is 2.8 times its EBITDA, which is a significant but still reasonable amount of leverage. However, its interest coverage of 1k is very high, suggesting that the interest expense on the debt is currently quite low. Also relevant is that Century Communities has grown its EBIT by a very respectable 25% in the last year, thus enhancing its ability to pay down debt. But it is future earnings, more than anything, that will determine Century Communities's ability to maintain a healthy balance sheet going forward. That limp level of cash conversion undermines its ability to manage and pay down debt.

Even if we have reservations about how easily Century Communities is capable of converting EBIT to free cash flow, its interest cover and EBIT growth rate make us think feel relatively unconcerned. Looking at all the angles mentioned above, it does seem to us that Century Communities is a somewhat risky investment as a result of its debt. Not all risk is bad, as it can boost share price returns if it pays off, but this debt risk is worth keeping in mind. The balance sheet is clearly the area to focus on when you are analysing debt.
