Is Hudson Global (NASDAQ:HSON) A Risky Investment?

Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. Importantly, Hudson Global, Inc. (NASDAQ:HSON) does carry debt. But the more important question is: how much risk is that debt creating?

Why Does Debt Bring Risk?

Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. When we examine debt levels, we first consider both cash and debt levels, together.

How Strong Is Hudson Global's Balance Sheet?

According to the last reported balance sheet, Hudson Global had liabilities of US$19.7m due within 12 months, and liabilities of US$2.23m due beyond 12 months. Offsetting these obligations, it had cash of US$21.7m as well as receivables valued at US$25.7m due within 12 months. So it can boast US$25.5m more liquid assets than total liabilities.

This surplus suggests that Hudson Global is using debt in a way that is appears to be both safe and conservative. Due to its strong net asset position, it is not likely to face issues with its lenders. Succinctly put, Hudson Global boasts net cash, so it's fair to say it does not have a heavy debt load!

Although Hudson Global made a loss at the EBIT level, last year, it was also good to see that it generated US$4.4m in EBIT over the last twelve months. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately the future profitability of the business will decide if Hudson Global can strengthen its balance sheet over time. So if you want to see what the professionals think, you might find this free report on analyst profit forecasts to be interesting.

Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. Hudson Global may have net cash on the balance sheet, but it is still interesting to look at how well the business converts its earnings before interest and tax (EBIT) to free cash flow, because that will influence both its need for, and its capacity to manage debt. During the last year, Hudson Global produced sturdy free cash flow equating to 51% of its EBIT, about what we'd expect. This cold hard cash means it can reduce its debt when it wants to.

Summing up

While it is always sensible to investigate a company's debt, in this case Hudson Global has US$19.7m in net cash and a decent-looking balance sheet. So we don't think Hudson Global's use of debt is risky. There's no doubt that we learn most about debt from the balance sheet. However, not all investment risk resides within the balance sheet - far from it. Be aware that Hudson Global is showing 2 warning signs in our investment analysis , you should know about...
