The Strong Earnings Posted By Lang (TWSE:6165) Are A Good Indication Of The Strength Of The Business
Even though Lang Inc.'s (TWSE:6165) recent earnings release was robust, the market didn't seem to notice. Our analysis suggests that investors might be missing some promising details.
Zooming In On Lang's Earnings
One key financial ratio used to measure how well a company converts its profit to free cash flow (FCF) is the accrual ratio. In plain english, this ratio subtracts FCF from net profit, and divides that number by the company's average operating assets over that period. You could think of the accrual ratio from cashflow as the 'non-FCF profit ratio'.
That means a negative accrual ratio is a good thing, because it shows that the company is bringing in more free cash flow than its profit would suggest. While having an accrual ratio above zero is of little concern, we do think it's worth noting when a company has a relatively high accrual ratio. Notably, there is some academic evidence that suggests that a high accrual ratio is a bad sign for near-term profits, generally speaking.
Lang has an accrual ratio of -0.18 for the year to December 2024. That implies it has very good cash conversion, and that its earnings in the last year actually significantly understate its free cash flow. To wit, it produced free cash flow of NT$222m during the period, dwarfing its reported profit of NT$79.4m. Notably, Lang had negative free cash flow last year, so the NT$222m it produced this year was a welcome improvement. Unfortunately for shareholders, the company has also been issuing new shares, diluting their share of future earnings.

To understand the value of a company's earnings growth, it is imperative to consider any dilution of shareholders' interests. Lang expanded the number of shares on issue by 24% over the last year. That means its earnings are split among a greater number of shares. To celebrate net income while ignoring dilution is like rejoicing because you have a single slice of a larger pizza, but ignoring the fact that the pizza is now cut into many more slices. A Look At The Impact Of Lang's Dilution On Its Earnings Per Share (EPS)
Unfortunately, Lang's profit is down 42% per year over three years. On the bright side, in the last twelve months it grew profit by 422%. But EPS was less impressive, up only 299% in that time. Therefore, one can observe that the dilution is having a fairly profound effect on shareholder returns.
Changes in the share price do tend to reflect changes in earnings per share, in the long run. So Lang shareholders will want to see that EPS figure continue to increase. However, if its profit increases while its earnings per share stay flat (or even fall) then shareholders might not see much benefit. For that reason, you could say that EPS is more important that net income in the long run, assuming the goal is to assess whether a company's share price might grow.

In conclusion, Lang has strong cashflow relative to earnings, which indicates good quality earnings, but the dilution means its earnings per share growth is weaker than its profit growth. Considering the aforementioned, we think that Lang's profits are probably a reasonable reflection of its underlying profitability; although we'd be confident in that conclusion if we saw a cleaner set of results.
