Impressive Earnings May Not Tell The Whole Story For FIT Holding (TWSE:3712)
Investors were disappointed with FIT Holding Co., Ltd.'s (TWSE:3712) earnings, despite the strong profit numbers. We think that the market might be paying attention to some underlying factors that they find to be concerning.
A Closer Look At FIT Holding's Earnings
As finance nerds would already know, the accrual ratio from cashflow is a key measure for assessing how well a company's free cash flow (FCF) matches its profit. To get the accrual ratio we first subtract FCF from profit for a period, and then divide that number by the average operating assets for the period. You could think of the accrual ratio from cashflow as the 'non-FCF profit ratio'.
Therefore, it's actually considered a good thing when a company has a negative accrual ratio, but a bad thing if its accrual ratio is positive. That is not intended to imply we should worry about a positive accrual ratio, but it's worth noting where the accrual ratio is rather high. That's because some academic studies have suggested that high accruals ratios tend to lead to lower profit or less profit growth.
Over the twelve months to December 2024, FIT Holding recorded an accrual ratio of 0.27. Therefore, we know that it's free cashflow was significantly lower than its statutory profit, which is hardly a good thing. In the last twelve months it actually had negative free cash flow, with an outflow of NT$8.8b despite its profit of NT$1.12b, mentioned above. Coming off the back of negative free cash flow last year, we imagine some shareholders might wonder if its cash burn of NT$8.8b, this year, indicates high risk.

Our Take On FIT Holding's Profit Performance
FIT Holding didn't convert much of its profit to free cash flow in the last year, which some investors may consider rather suboptimal. Because of this, we think that it may be that FIT Holding's statutory profits are better than its underlying earnings power.
