Solid Earnings May Not Tell The Whole Story For Stark Technology (TWSE:2480)

The recent earnings posted by Stark Technology Inc. (TWSE:2480) were solid, but the stock didn't move as much as we expected. We believe that shareholders have noticed some concerning factors beyond the statutory profit numbers.

A Closer Look At Stark Technology's Earnings

One key financial ratio used to measure how well a company converts its profit to free cash flow (FCF) is the accrual ratio. To get the accrual ratio we first subtract FCF from profit for a period, and then divide that number by the average operating assets for the period. The ratio shows us how much a company's profit exceeds its FCF.

As a result, a negative accrual ratio is a positive for the company, and a positive accrual ratio is a negative. That is not intended to imply we should worry about a positive accrual ratio, but it's worth noting where the accrual ratio is rather high. Notably, there is some academic evidence that suggests that a high accrual ratio is a bad sign for near-term profits, generally speaking.

Stark Technology has an accrual ratio of 0.46 for the year to December 2024. As a general rule, that bodes poorly for future profitability. And indeed, during the period the company didn't produce any free cash flow whatsoever. Even though it reported a profit of NT$798.1m, a look at free cash flow indicates it actually burnt through NT$76m in the last year. It's worth noting that Stark Technology generated positive FCF of NT$1.1b a year ago, so at least they've done it in the past. One positive for Stark Technology shareholders is that it's accrual ratio was significantly better last year, providing reason to believe that it may return to stronger cash conversion in the future. Shareholders should look for improved cashflow relative to profit in the current year, if that is indeed the case.

Our Take On Stark Technology's Profit Performance

As we have made quite clear, we're a bit worried that Stark Technology didn't back up the last year's profit with free cashflow. For this reason, we think that Stark Technology's statutory profits may be a bad guide to its underlying earnings power, and might give investors an overly positive impression of the company. But at least holders can take some solace from the 25% per annum growth in EPS for the last three.
