Synnex Technology International (TPE:2347) Seems To Use Debt Rather Sparingly

When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. Importantly, Synnex Technology International Corporation (TPE:2347) does carry debt. But is this debt a concern to shareholders?

When Is Debt A Problem?

Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. If things get really bad, the lenders can take control of the business. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. Of course, debt can be an important tool in businesses, particularly capital heavy businesses. The chart below, which you can click on for greater detail, shows that Synnex Technology International had NT$49.5b in debt in September 2020; about the same as the year before. However, because it has a cash reserve of NT$23.2b, its net debt is less, at about NT$26.3b.

How Healthy Is Synnex Technology International's Balance Sheet?

We can see from the most recent balance sheet that Synnex Technology International had liabilities of NT$95.1b falling due within a year, and liabilities of NT$1.18b due beyond that. Offsetting these obligations, it had cash of NT$23.2b as well as receivables valued at NT$63.7b due within 12 months. So it has liabilities totalling NT$9.45b more than its cash and near-term receivables, combined.

Given Synnex Technology International has a market capitalization of NT$75.6b, it's hard to believe these liabilities pose much threat. But there are sufficient liabilities that we would certainly recommend shareholders continue to monitor the balance sheet, going forward.

In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).

Synnex Technology International has a debt to EBITDA ratio of 3.2, which signals significant debt, but is still pretty reasonable for most types of business. However, its interest coverage of 62.6 is very high, suggesting that the interest expense on the debt is currently quite low. We note that Synnex Technology International grew its EBIT by 30% in the last year, and that should make it easier to pay down debt, going forward. But it is future earnings, more than anything, that will determine Synnex Technology International's ability to maintain a healthy balance sheet going forward. But, on a more sombre note, we are a little concerned by its net debt to EBITDA. Zooming out, Synnex Technology International seems to use debt quite reasonably; and that gets the nod from us. While debt does bring risk, when used wisely it can also bring a higher return on equity. The balance sheet is clearly the area to focus on when you are analysing debt.
