We Think You Can Look Beyond Godex International's (GTSM:4987) Lackluster Earnings
Shareholders appeared unconcerned with Godex International Co., Ltd.'s (GTSM:4987) lackluster earnings report last week. We did some digging, and we believe the earnings are stronger than they seem.

A Closer Look At Godex International's Earnings
In high finance, the key ratio used to measure how well a company converts reported profits into free cash flow (FCF) is the accrual ratio (from cashflow). The accrual ratio subtracts the FCF from the profit for a given period, and divides the result by the average operating assets of the company over that time. You could think of the accrual ratio from cashflow as the 'non-FCF profit ratio'.
As a result, a negative accrual ratio is a positive for the company, and a positive accrual ratio is a negative. That is not intended to imply we should worry about a positive accrual ratio, but it's worth noting where the accrual ratio is rather high. That's because some academic studies have suggested that high accruals ratios tend to lead to lower profit or less profit growth.
For the year to December 2020, Godex International had an accrual ratio of -0.23. Therefore, its statutory earnings were very significantly less than its free cashflow. In fact, it had free cash flow of NT$241m in the last year, which was a lot more than its statutory profit of NT$94.7m. Godex International shareholders are no doubt pleased that free cash flow improved over the last twelve months.

Our Take On Godex International's Profit Performance
As we discussed above, Godex International's accrual ratio indicates strong conversion of profit to free cash flow, which is a positive for the company. Based on this observation, we consider it possible that Godex International's statutory profit actually understates its earnings potential! On the other hand, its EPS actually shrunk in the last twelve months. The goal of this article has been to assess how well we can rely on the statutory earnings to reflect the company's potential, but there is plenty more to consider. So while earnings quality is important, it's equally important to consider the risks facing Godex International at this point in time.
