Pan Jit International (TPE:2481) Seems To Use Debt Rather Sparingly

Howard Marks put it nicely when he said that, rather than worrying about share price volatility, 'The possibility of permanent loss is the risk I worry about... and every practical investor I know worries about.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. We note that Pan Jit International Inc. (TPE:2481) does have debt on its balance sheet. But should shareholders be worried about its use of debt?

When Is Debt Dangerous?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. The image below, which you can click on for greater detail, shows that at September 2020 Pan Jit International had debt of NT$6.61b, up from NT$5.86b in one year. However, it does have NT$3.60b in cash offsetting this, leading to net debt of about NT$3.01b.

A Look At Pan Jit International's Liabilities

The latest balance sheet data shows that Pan Jit International had liabilities of NT$5.73b due within a year, and liabilities of NT$4.57b falling due after that. Offsetting this, it had NT$3.60b in cash and NT$3.91b in receivables that were due within 12 months. So it has liabilities totalling NT$2.79b more than its cash and near-term receivables, combined.

Since publicly traded Pan Jit International shares are worth a total of NT$17.1b, it seems unlikely that this level of liabilities would be a major threat. However, we do think it is worth keeping an eye on its balance sheet strength, as it may change over time.

We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). But it is future earnings, more than anything, that will determine Pan Jit International's ability to maintain a healthy balance sheet going forward. Finally, a company can only pay off debt with cold hard cash, not accounting profits. So we clearly need to look at whether that EBIT is leading to corresponding free cash flow. That puts it in a very strong position to pay down debt.

Happily, Pan Jit International's impressive interest cover implies it has the upper hand on its debt. Overall, we don't think Pan Jit International is taking any bad risks, as its debt load seems modest. So we're not worried about the use of a little leverage on the balance sheet. The balance sheet is clearly the area to focus on when you are analysing debt. However, not all investment risk resides within the balance sheet - far from it.
