Ve Wong's (TWSE:1203) Soft Earnings Are Actually Better Than They Appear

The market for Ve Wong Corporation's (TWSE:1203) shares didn't move much after it posted weak earnings recently. We think that the softer headline numbers might be getting counterbalanced by some positive underlying factors.

Zooming In On Ve Wong's Earnings

Many investors haven't heard of the accrual ratio from cashflow, but it is actually a useful measure of how well a company's profit is backed up by free cash flow (FCF) during a given period. The accrual ratio subtracts the FCF from the profit for a given period, and divides the result by the average operating assets of the company over that time. This ratio tells us how much of a company's profit is not backed by free cashflow.

That means a negative accrual ratio is a good thing, because it shows that the company is bringing in more free cash flow than its profit would suggest. That is not intended to imply we should worry about a positive accrual ratio, but it's worth noting where the accrual ratio is rather high. Notably, there is some academic evidence that suggests that a high accrual ratio is a bad sign for near-term profits, generally speaking.

Over the twelve months to December 2023, Ve Wong recorded an accrual ratio of -0.10. That implies it has good cash conversion, and implies that its free cash flow solidly exceeded its profit last year. Indeed, in the last twelve months it reported free cash flow of NT$1.0b, well over the NT$427.7m it reported in profit. Given that Ve Wong had negative free cash flow in the prior corresponding period, the trailing twelve month resul of NT$1.0b would seem to be a step in the right direction.

As we discussed above, Ve Wong has perfectly satisfactory free cash flow relative to profit.
