TST Group Holding's (TWSE:4439) Problems Go Beyond Weak Profit
A lackluster earnings announcement from TST Group Holding Ltd. (TWSE:4439) last week didn't sink the stock price. Our analysis suggests that along with soft profit numbers, investors should be aware of some other underlying weaknesses in the numbers.

Zooming In On TST Group Holding's Earnings
One key financial ratio used to measure how well a company converts its profit to free cash flow (FCF) is the accrual ratio. In plain english, this ratio subtracts FCF from net profit, and divides that number by the company's average operating assets over that period. The ratio shows us how much a company's profit exceeds its FCF.
Therefore, it's actually considered a good thing when a company has a negative accrual ratio, but a bad thing if its accrual ratio is positive. That is not intended to imply we should worry about a positive accrual ratio, but it's worth noting where the accrual ratio is rather high. To quote a 2014 paper by Lewellen and Resutek, "firms with higher accruals tend to be less profitable in the future".
For the year to September 2024, TST Group Holding had an accrual ratio of 0.39. As a general rule, that bodes poorly for future profitability. And indeed, during the period the company didn't produce any free cash flow whatsoever. In the last twelve months it actually had negative free cash flow, with an outflow of NT$1.1b despite its profit of NT$150.1m, mentioned above. It's worth noting that TST Group Holding generated positive FCF of NT$477m a year ago, so at least they've done it in the past. The good news for shareholders is that TST Group Holding's accrual ratio was much better last year, so this year's poor reading might simply be a case of a short term mismatch between profit and FCF. As a result, some shareholders may be looking for stronger cash conversion in the current year.

As we discussed above, we think TST Group Holding's earnings were not supported by free cash flow, which might concern some investors. As a result, we think it may well be the case that TST Group Holding's underlying earnings power is lower than its statutory profit. Sadly, its EPS was down over the last twelve months.
