Returns On Capital At FuSheng Precision (TPE:6670) Paint An Interesting Picture
To find a multi-bagger stock, what are the underlying trends we should look for in a business? In a perfect world, we'd like to see a company investing more capital into its business and ideally the returns earned from that capital are also increasing. Basically this means that a company has profitable initiatives that it can continue to reinvest in, which is a trait of a compounding machine. Looking at FuSheng Precision (TPE:6670), it does have a high ROCE right now, but lets see how returns are trending.
What is Return On Capital Employed (ROCE)?
Just to clarify if you're unsure, ROCE is a metric for evaluating how much pre-tax income (in percentage terms) a company earns on the capital invested in its business. Analysts use this formula to calculate it for FuSheng Precision:
Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)
0.28 = NT$1.9b ÷ (NT$11b - NT$4.7b) (Based on the trailing twelve months to September 2020).
Therefore, FuSheng Precision has an ROCE of 28%. In absolute terms that's a great return and it's even better than the Leisure industry average of 13%.

The Trend Of ROCE
On the surface, the trend of ROCE at FuSheng Precision doesn't inspire confidence. While it's comforting that the ROCE is high, five years ago it was 58%. And considering revenue has dropped while employing more capital, we'd be cautious. If this were to continue, you might be looking at a company that is trying to reinvest for growth but is actually losing market share since sales haven't increased.
On a related note, FuSheng Precision has decreased its current liabilities to 41% of total assets. That could partly explain why the ROCE has dropped. What's more, this can reduce some aspects of risk to the business because now the company's suppliers or short-term creditors are funding less of its operations. Since the business is basically funding more of its operations with it's own money, you could argue this has made the business less efficient at generating ROCE. Either way, they're still at a pretty high level, so we'd like to see them fall further if possible.In Conclusion...
From the above analysis, we find it rather worrisome that returns on capital and sales for FuSheng Precision have fallen, meanwhile the business is employing more capital than it was five years ago. Yet despite these concerning fundamentals, the stock has performed strongly with a 28% return over the last three years, so investors appear very optimistic. Regardless, we don't feel too comfortable with the fundamentals so we'd be steering clear of this stock for now.
