Many investors consider it preferable to invest in profitable companies over unprofitable ones, because profitability suggests a business is sustainable. However, sometimes companies receive a one-off boost (or reduction) to their profit, and it's not always clear whether statutory profits are a good guide, going forward. This article will consider whether Hanpin Electron's (TPE:2488) statutory profits are a good guide to its underlying earnings.

We like the fact that Hanpin Electron made a profit of NT$191.4m on its revenue of NT$1.81b, in the last year. The chart below shows that both revenue and profit have declined over the last three years.

Importantly, statutory profits are not always the best tool for understanding a company's true earnings power, so it's well worth examining profits in a little more detail. So today we'll look at what Hanpin Electron's cashflow and unusual items tell us about the quality of its earnings. Note: we always recommend investors check balance sheet strength. Zooming In On Hanpin Electron's Earnings

One key financial ratio used to measure how well a company converts its profit to free cash flow (FCF) is the accrual ratio. In plain english, this ratio subtracts FCF from net profit, and divides that number by the company's average operating assets over that period. The ratio shows us how much a company's profit exceeds its FCF.

As a result, a negative accrual ratio is a positive for the company, and a positive accrual ratio is a negative. While it's not a problem to have a positive accrual ratio, indicating a certain level of non-cash profits, a high accrual ratio is arguably a bad thing, because it indicates paper profits are not matched by cash flow. That's because some academic studies have suggested that high accruals ratios tend to lead to lower profit or less profit growth.

Over the twelve months to September 2020, Hanpin Electron recorded an accrual ratio of -0.46. That indicates that its free cash flow quite significantly exceeded its statutory profit. Indeed, in the last twelve months it reported free cash flow of NT$435m, well over the NT$191.4m it reported in profit. Hanpin Electron shareholders are no doubt pleased that free cash flow improved over the last twelve months. However, that's not all there is to consider. We can see that unusual items have impacted its statutory profit, and therefore the accrual ratio.

How Do Unusual Items Influence Profit?

Surprisingly, given Hanpin Electron's accrual ratio implied strong cash conversion, its paper profit was actually boosted by NT$29m in unusual items. While it's always nice to have higher profit, a large contribution from unusual items sometimes dampens our enthusiasm. We ran the numbers on most publicly listed companies worldwide, and it's very common for unusual items to be once-off in nature. And, after all, that's exactly what the accounting terminology implies. If Hanpin Electron doesn't see that contribution repeat, then all else being equal we'd expect its profit to drop over the current year.

Our Take On Hanpin Electron's Profit Performance

In conclusion, Hanpin Electron's accrual ratio suggests its statutory earnings are of good quality, but on the other hand the profits were boosted by unusual items. Considering all the aforementioned, we'd venture that Hanpin Electron's profit result is a pretty good guide to its true profitability, albeit a bit on the conservative side.
