Shinkong TextileLtd (TPE:1419) Has A Pretty Healthy Balance Sheet
Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. Importantly, Shinkong Textile Co.,Ltd. (TPE:1419) does carry debt. But the more important question is: how much risk is that debt creating?
Why Does Debt Bring Risk?
Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. The image below, which you can click on for greater detail, shows that at September 2020 Shinkong TextileLtd had debt of NT$3.06b, up from NT$2.70b in one year. On the flip side, it has NT$1.69b in cash leading to net debt of about NT$1.37b.
A Look At Shinkong TextileLtd's Liabilities
The latest balance sheet data shows that Shinkong TextileLtd had liabilities of NT$3.42b due within a year, and liabilities of NT$964.7m falling due after that. On the other hand, it had cash of NT$1.69b and NT$245.8m worth of receivables due within a year. So its liabilities outweigh the sum of its cash and (near-term) receivables by NT$2.45b.
This deficit isn't so bad because Shinkong TextileLtd is worth NT$12.2b, and thus could probably raise enough capital to shore up its balance sheet, if the need arose. But it's clear that we should definitely closely examine whether it can manage its debt without dilution.

So either it has access to very cheap long term debt or that interest expense is going to grow! During the last two years, Shinkong TextileLtd produced sturdy free cash flow equating to 78% of its EBIT, about what we'd expect. This free cash flow puts the company in a good position to pay down debt, when appropriate.
Our View
The good news is that Shinkong TextileLtd's demonstrated ability to cover its interest expense with its EBIT delights us like a fluffy puppy does a toddler. But we must concede we find its net debt to EBITDA has the opposite effect. Zooming out, Shinkong TextileLtd seems to use debt quite reasonably; and that gets the nod from us. While debt does bring risk, when used wisely it can also bring a higher return on equity. There's no doubt that we learn most about debt from the balance sheet. But ultimately, every company can contain risks that exist outside of the balance sheet. These risks can be hard to spot.
