Run Long Construction (TWSE:1808) Takes On Some Risk With Its Use Of Debt
Legendary fund manager Li Lu (who Charlie Munger backed) once said, 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. We can see that Run Long Construction Co., Ltd. (TWSE:1808) does use debt in its business. But the more important question is: how much risk is that debt creating?
When Is Debt Dangerous?
Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. Of course, the upside of debt is that it often represents cheap capital, especially when it replaces dilution in a company with the ability to reinvest at high rates of return. How Healthy Is Run Long Construction's Balance Sheet?
According to the last reported balance sheet, Run Long Construction had liabilities of NT$26.4b due within 12 months, and liabilities of NT$8.25b due beyond 12 months. Offsetting this, it had NT$7.68b in cash and NT$620.6m in receivables that were due within 12 months. So it has liabilities totalling NT$26.4b more than its cash and near-term receivables, combined.
This is a mountain of leverage relative to its market capitalization of NT$35.3b. This suggests shareholders would be heavily diluted if the company needed to shore up its balance sheet in a hurry.
We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.
Run Long Construction's net debt is 4.0 times its EBITDA, which is a significant but still reasonable amount of leverage. That's not necessarily a bad thing, but we'd generally feel more comfortable with less leverage. The balance sheet is clearly the area to focus on when you are analysing debt.
