David Iben put it well when he said, 'Volatility is not a risk we care about. What we care about is avoiding the permanent loss of capital.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. Importantly, Aero Win Technology Corporation (TPE:8222) does carry debt. But the real question is whether this debt is making the company risky.
Why Does Debt Bring Risk?
Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. As you can see below, at the end of September 2020, Aero Win Technology had NT$521.7m of debt, up from NT$426.7m a year ago. Click the image for more detail. However, it also had NT$331.9m in cash, and so its net debt is NT$189.8m.
A Look At Aero Win Technology's Liabilities
According to the last reported balance sheet, Aero Win Technology had liabilities of NT$179.9m due within 12 months, and liabilities of NT$407.4m due beyond 12 months. Offsetting this, it had NT$331.9m in cash and NT$76.2m in receivables that were due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by NT$179.3m.
Since publicly traded Aero Win Technology shares are worth a total of NT$929.2m, it seems unlikely that this level of liabilities would be a major threat. Having said that, it's clear that we should continue to monitor its balance sheet, lest it change for the worse. There's no doubt that we learn most about debt from the balance sheet. But you can't view debt in total isolation; since Aero Win Technology will need earnings to service that debt. Caveat Emptor
Not only did Aero Win Technology's revenue slip over the last twelve months, but it also produced negative earnings before interest and tax (EBIT). Indeed, it lost NT$21m at the EBIT level. Considering that alongside the liabilities mentioned above does not give us much confidence that company should be using so much debt. Quite frankly we think the balance sheet is far from match-fit, although it could be improved with time. Another cause for caution is that is bled NT$27m in negative free cash flow over the last twelve months. So suffice it to say we do consider the stock to be risky. There's no doubt that we learn most about debt from the balance sheet. But ultimately, every company can contain risks that exist outside of the balance sheet.
