The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. We note that Awea mechantronic co.,ltd (TPE:1530) does have debt on its balance sheet. But should shareholders be worried about its use of debt?

Why Does Debt Bring Risk?

Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. How Healthy Is Awea mechantronicltd's Balance Sheet?

We can see from the most recent balance sheet that Awea mechantronicltd had liabilities of NT$2.92b falling due within a year, and liabilities of NT$156.2m due beyond that. On the other hand, it had cash of NT$1.01b and NT$1.05b worth of receivables due within a year. So its liabilities total NT$1.02b more than the combination of its cash and short-term receivables.

While this might seem like a lot, it is not so bad since Awea mechantronicltd has a market capitalization of NT$3.04b, and so it could probably strengthen its balance sheet by raising capital if it needed to.
