Some Investors May Be Worried About IKKA Holdings (Cayman)'s (TWSE:2250) Returns On Capital

If we want to find a stock that could multiply over the long term, what are the underlying trends we should look for? Firstly, we'll want to see a proven return on capital employed (ROCE) that is increasing, and secondly, an expanding base of capital employed. If you see this, it typically means it's a company with a great business model and plenty of profitable reinvestment opportunities. However, after briefly looking over the numbers, we don't think IKKA Holdings (Cayman) (TWSE:2250) has the makings of a multi-bagger going forward, but let's have a look at why that may be.

Understanding Return On Capital Employed (ROCE)

For those that aren't sure what ROCE is, it measures the amount of pre-tax profits a company can generate from the capital employed in its business. To calculate this metric for IKKA Holdings (Cayman), this is the formula:

Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)

0.10 = NT$266m ÷ (NT$3.8b - NT$1.2b) (Based on the trailing twelve months to September 2024).

So, IKKA Holdings (Cayman) has an ROCE of 10%. On its own, that's a standard return, however it's much better than the 8.0% generated by the Auto Components industry.

What Does the ROCE Trend For IKKA Holdings (Cayman) Tell Us?

Unfortunately, the trend isn't great with ROCE falling from 13% five years ago, while capital employed has grown 107%. However, some of the increase in capital employed could be attributed to the recent capital raising that's been completed prior to their latest reporting period, so keep that in mind when looking at the ROCE decrease. IKKA Holdings (Cayman) probably hasn't received a full year of earnings yet from the new funds it raised, so these figures should be taken with a grain of salt.

On a side note, IKKA Holdings (Cayman) has done well to pay down its current liabilities to 31% of total assets. So we could link some of this to the decrease in ROCE. Effectively this means their suppliers or short-term creditors are funding less of the business, which reduces some elements of risk. Some would claim this reduces the business' efficiency at generating ROCE since it is now funding more of the operations with its own money.

The Bottom Line

To conclude, we've found that IKKA Holdings (Cayman) is reinvesting in the business, but returns have been falling. Unsurprisingly then, the total return to shareholders over the last three years has been flat. All in all, the inherent trends aren't typical of multi-baggers, so if that's what you're after, we think you might have more luck elsewhere.

Like most companies, IKKA Holdings (Cayman) does come with some risks, and we've found 1 warning sign that you should be aware of.
