The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. Importantly, Yanlord Land Group Limited (SGX:Z25) does carry debt. But the more important question is: how much risk is that debt creating?
When Is Debt Dangerous?
Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. Of course, plenty of companies use debt to fund growth, without any negative consequences. What Is Yanlord Land Group's Net Debt?
As you can see below, Yanlord Land Group had CN¥48.7b of debt, at June 2021, which is about the same as the year before. You can click the chart for greater detail. However, it also had CN¥23.0b in cash, and so its net debt is CN¥25.7b.
How Strong Is Yanlord Land Group's Balance Sheet?
We can see from the most recent balance sheet that Yanlord Land Group had liabilities of CN¥73.2b falling due within a year, and liabilities of CN¥41.1b due beyond that. Offsetting these obligations, it had cash of CN¥23.0b as well as receivables valued at CN¥24.1b due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by CN¥67.2b.
The deficiency here weighs heavily on the CN¥10.2b company itself, as if a child were struggling under the weight of an enormous back-pack full of books, his sports gear, and a trumpet. So we definitely think shareholders need to watch this one closely. At the end of the day, Yanlord Land Group would probably need a major re-capitalization if its creditors were to demand repayment.
We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.
Yanlord Land Group has a debt to EBITDA ratio of 3.4, which signals significant debt, but is still pretty reasonable for most types of business. However, its interest coverage of 10.2 is very high, suggesting that the interest expense on the debt is currently quite low. We note that Yanlord Land Group grew its EBIT by 26% in the last year, and that should make it easier to pay down debt, going forward. The balance sheet is clearly the area to focus on when you are analysing debt. Finally, a company can only pay off debt with cold hard cash, not accounting profits. So the logical step is to look at the proportion of that EBIT that is matched by actual free cash flow. That positions it well to pay down debt if desirable to do so.
Our View
Yanlord Land Group's level of total liabilities was a real negative on this analysis, although the other factors we considered were considerably better. In particular, we are dazzled with its conversion of EBIT to free cash flow. Looking at all this data makes us feel a little cautious about Yanlord Land Group's debt levels. While we appreciate debt can enhance returns on equity, we'd suggest that shareholders keep close watch on its debt levels, lest they increase.
