Keppel DC REIT's (SGX:AJBU) Stock Has Seen Strong Momentum: Does That Call For Deeper Study Of Its Financial Prospects?

Keppel DC REIT's (SGX:AJBU) stock is up by a considerable 6.3% over the past week. Given that stock prices are usually aligned with a company's financial performance in the long-term, we decided to study its financial indicators more closely to see if they had a hand to play in the recent price move. Specifically, we decided to study Keppel DC REIT's ROE in this article.

So far, we've learned that ROE is a measure of a company's profitability. Based on how much of its profits the company chooses to reinvest or "retain", we are then able to evaluate a company's future ability to generate profits. Assuming all else is equal, companies that have both a higher return on equity and higher profit retention are usually the ones that have a higher growth rate when compared to companies that don't have the same features.

At first glance, Keppel DC REIT's ROE doesn't look very promising. However, the fact that the company's ROE is higher than the average industry ROE of 5.0%, is definitely interesting. Consequently, this likely laid the ground for the decent growth of 14% seen over the past five years by Keppel DC REIT. Bear in mind, the company does have a moderately low ROE. It is just that the industry ROE is lower. Therefore, the growth in earnings could also be the result of other factors. For example, it is possible that the broader industry is going through a high growth phase, or that the company has a low payout ratio.

Is Keppel DC REIT Using Its Retained Earnings Effectively?

Keppel DC REIT seems to be paying out most of its income as dividends judging by its three-year median payout ratio of 73%, meaning the company retains only 27% of its income. However, this is typical for REITs as they are often required by law to distribute most of their earnings. In spite of this, the company was able to grow its earnings by a fair bit, as we saw above.

Besides, Keppel DC REIT has been paying dividends over a period of six years. This shows that the company is committed to sharing profits with its shareholders. Looking at the current analyst consensus data, we can see that the company's future payout ratio is expected to rise to 98% over the next three years. Regardless, the ROE is not expected to change much for the company despite the higher expected payout ratio.

On the whole, we do feel that Keppel DC REIT has some positive attributes. Namely, its significant earnings growth, to which its moderate rate of return likely contributed. While the company is paying out most of its earnings as dividends, it has been able to grow its earnings in spite of it, so that's probably a good sign.
