It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. As with many other companies Sinarmas Land Limited (SGX:A26) makes use of debt. But the real question is whether this debt is making the company risky.
When Is Debt Dangerous?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. How Much Debt Does Sinarmas Land Carry?
You can click the graphic below for the historical numbers, but it shows that Sinarmas Land had S$1.74b of debt in December 2021, down from S$2.37b, one year before. However, because it has a cash reserve of S$1.58b, its net debt is less, at about S$160.0m.
How Healthy Is Sinarmas Land's Balance Sheet?
According to the last reported balance sheet, Sinarmas Land had liabilities of S$1.25b due within 12 months, and liabilities of S$1.91b due beyond 12 months. On the other hand, it had cash of S$1.58b and S$139.5m worth of receivables due within a year. So its liabilities total S$1.44b more than the combination of its cash and short-term receivables.
Given this deficit is actually higher than the company's market capitalization of S$1.0b, we think shareholders really should watch Sinarmas Land's debt levels, like a parent watching their child ride a bike for the first time. Hypothetically, extremely heavy dilution would be required if the company were forced to pay down its liabilities by raising capital at the current share price.
We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.
Looking at its net debt to EBITDA of 0.42 and interest cover of 2.5 times, it seems to us that Sinarmas Land is probably using debt in a pretty reasonable way. But the interest payments are certainly sufficient to have us thinking about how affordable its debt is. Unfortunately, Sinarmas Land saw its EBIT slide 4.6% in the last twelve months. If earnings continue on that decline then managing that debt will be difficult like delivering hot soup on a unicycle. There's no doubt that we learn most about debt from the balance sheet. But you can't view debt in total isolation; since Sinarmas Land will need earnings to service that debt. Finally, a company can only pay off debt with cold hard cash, not accounting profits. So the logical step is to look at the proportion of that EBIT that is matched by actual free cash flow. Over the last three years, Sinarmas Land recorded free cash flow worth a fulsome 95% of its EBIT, which is stronger than we'd usually expect. That positions it well to pay down debt if desirable to do so.
Our View
We feel some trepidation about Sinarmas Land's difficulty level of total liabilities, but we've got positives to focus on, too. For example, its conversion of EBIT to free cash flow and net debt to EBITDA give us some confidence in its ability to manage its debt. When we consider all the factors discussed, it seems to us that Sinarmas Land is taking some risks with its use of debt. While that debt can boost returns, we think the company has enough leverage now. There's no doubt that we learn most about debt from the balance sheet. But ultimately, every company can contain risks that exist outside of the balance sheet.
