These 4 Measures Indicate That Ying Li International Real Estate (SGX:5DM) Is Using Debt In A Risky Way
The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. As with many other companies Ying Li International Real Estate Limited (SGX:5DM) makes use of debt. But should shareholders be worried about its use of debt?
When Is Debt Dangerous?
Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. If things get really bad, the lenders can take control of the business. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. What Is Ying Li International Real Estate's Debt?
As you can see below, Ying Li International Real Estate had CN¥2.48b of debt, at December 2022, which is about the same as the year before. You can click the chart for greater detail. However, because it has a cash reserve of CN¥370.8m, its net debt is less, at about CN¥2.11b.
A Look At Ying Li International Real Estate's Liabilities
According to the last reported balance sheet, Ying Li International Real Estate had liabilities of CN¥1.54b due within 12 months, and liabilities of CN¥2.55b due beyond 12 months. Offsetting these obligations, it had cash of CN¥370.8m as well as receivables valued at CN¥340.9m due within 12 months. So its liabilities total CN¥3.38b more than the combination of its cash and short-term receivables.
The deficiency here weighs heavily on the CN¥397.3m company itself, as if a child were struggling under the weight of an enormous back-pack full of books, his sports gear, and a trumpet. So we definitely think shareholders need to watch this one closely. After all, Ying Li International Real Estate would likely require a major re-capitalisation if it had to pay its creditors today.
We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.
Weak interest cover of 0.052 times and a disturbingly high net debt to EBITDA ratio of 184 hit our confidence in Ying Li International Real Estate like a one-two punch to the gut. This means we'd consider it to have a heavy debt load. Even worse, Ying Li International Real Estate saw its EBIT tank 83% over the last 12 months. If earnings keep going like that over the long term, it has a snowball's chance in hell of paying off that debt. There's no doubt that we learn most about debt from the balance sheet. But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. While that may be a result of expenditure for growth, it does make the debt far more risky.
Our View
To be frank both Ying Li International Real Estate's EBIT growth rate and its track record of staying on top of its total liabilities make us rather uncomfortable with its debt levels. And even its interest cover fails to inspire much confidence. Considering everything we've mentioned above, it's fair to say that Ying Li International Real Estate is carrying heavy debt load.
